Financial Markets

Highlights Deflation has decisively ended, and the economy is making a gradual transition towards inflation. The upshot is that growth is reviving rapidly in nominal terms. It is unrealistic to expect exports to be a main growth driver for the Chinese economy in the post-crisis world - even without protectionist pressures from President-elect Trump. The "Trump" wildcard serves as a wake-up call for Chinese policymakers to further focus on supporting domestic demand. There is a strengthening case for cyclical improvement in manufacturing investment. This further limits downside risk and sets the stage for potential positive surprises in the coming months. Feature Investors will be paying close attention to President-elect Donald Trump's inauguration speech this coming Friday, which may allow for a clearer understanding of his world view and economic policies, as well as their global implications. The inauguration will overshadow China's key economic statistics to be released later this week, and which we expect to show that the Chinese economy has picked up sequentially. As political uncertainty will stay elevated and deserves close monitoring going forward, it is equally important to keep in mind the economic big picture. In the next two months, China's economic data will once again be heavily distorted by the Chinese New Year holiday, making it more difficult to detect genuine growth trends. In last week's report, we laid out our view on China's growth and policy outlook for 2017.1 This week, we offer a reality check and our take on some key cyclical issues. Watch For Inflation Surprises The biggest change in China's macro condition in the past year, in our view, has been the sharp turnaround in producer prices. Rising PPI has lifted corporate pricing power, reduced real interest rates and eased financial stress in some heavy industries, the weakest link in the corporate sector - all of which are important reasons behind China's growth improvement of late. Looking forward, we expect inflation will remain well behaved. Improving producer prices is to a large extent attributable to RMB depreciation, which has already begun to crest. The trade-weighted RMB's depreciation has halted, and it is unrealistic to expect it to continue to depreciate at an ever-accelerating pace (Chart 1). This should cap the upside of PPI inflation. The headline consumer price index (CPI), the broader inflation measure, was fairly stable throughout last year's roller coaster ride in PPI (Chart 2). Moreover, the fluctuation in headline CPI was mainly attributable to food prices, which have been noisy due to seasonal factors and unexpected supply-demand disruptions, but have been largely trendless in recent years. There is no case for a food-induced inflation outbreak. Chart 1PPI Inflation Is Peaking Chart 2No Case For Food Inflation More fundamentally, although the Chinese economy has strengthened, it is still operating below potential. Historically, runaway inflation has always occurred when the economy overheated, which is far from the current situation (Chart 3). Without a strong growth rebound, it is difficult to expect genuine inflationary pressures. In short, the current environment is best characterized as "easing deflation" rather than "rising inflation," and our base case remains that inflationary pressures will stay at bay. Nonetheless, it is important to note that strong deflationary pressures have prevailed since the global financial crisis, which has led to major adjustments in the world economy. In China's case, for example, capital spending has slowed sharply. Meanwhile, cutting excess capacity has been an explicit policy priority, which, together with strengthening demand may lead to a quick rise in prices. Last year's sharp rebound in steel, thermal coal and some other raw materials prices provided clear evidence of this. Indeed, several factors warn against being overly complacent about the inflation outlook. For producers, the improvement in pricing power appears rather broad based, as both industrial firms and the service sector have been reporting rising levels in their respective output prices. In other words, rising prices are not just contained in resource sectors associated with global commodities prices and Chinese capacity cuts. For consumers, inflation expectations have begun to rise (Chart 4). Consumers' inflation expectations may be just a response to changes in prices rather than a leading indicator for future price moves. However, there has been a significant pickup in confidence on future income growth, which is likely a reflection of a tighter labor market and rising wages. If this trend holds, it would make it a lot easier for producers to pass through rising input costs to end users. Chart 3Inflation Vs Economic Overheating Chart 4Inflation Expectations Are On The Rise Overall, it is premature to worry about an inflation outbreak, and we do not consider inflation as a major policy constraint for the People's Bank of China. However, it appears that deflation has decisively ended, and the economy is making a gradual transition towards inflation. The upshot is that growth is reviving rapidly in nominal terms, supercharged by both improvement in real activity and a rising GDP deflator. Nominal GDP may reclaim a double-digit annual pace in the coming quarters. Exports: Why Has The Historical Correlation Broken Down? China's latest export numbers continued to disappoint, falling by 6.1% in dollar terms from a year ago. Part of the decline is due to falling prices measured in dollar terms; exports in volume terms are considerably stronger. Nonetheless, the export sector has been a chronic underperformer in the Chinese economy in recent years. Historically, China's export sector performance was highly predictable based on some key domestic and global variables - this correlation has clearly broken down since 2015 (Chart 5). If the historical correlation still held, export growth should have rebounded sharply. Many have viewed the divergence as a sign that Chinese exporters have lost competitiveness, which does not seem credible, as Chinese exports have continued to gain global market share. In our view, the chronic disappointment of the Chinese export sector's performance is due to several factors. First, the global financial crisis was a watershed event that marked structural breaks in economic correlations. Since then, consumers in the developed world have been focusing on deleveraging and fixing their balance sheets, and therefore the growth recovery has not led to a corresponding increase in demand - and imports for - consumer goods. Second, protectionist pressures have been on the rise since the global financial crisis, as all countries have tried to protect domestic producers in the face of weak final demand. Anti-dumping measures initiated by World Trade Organization member countries have increased notably in recent years, a growing share of which have been targeted at Chinese exporters (Chart 6). The high profile anti-dumping measures adopted by the Obama administration against Chinese tire and steel products have caused significant damage to Chinese producers and exporters.2 Chart 5Exports Have Disappointed Chart 6Protectionism Is Already On The Rise Finally, Chinese export numbers have been distorted by disguised capital flows driven by speculation on the RMB exchange rate. The sharp swings in Chinese exports to Hong Kong since the global financial crisis can be viewed as proxy for shifting expectations on the yuan (Chart 7). Immediately after the global financial crisis, the RMB was widely expected to rise against the dollar, leading to a massive surge in Chinese sales to Hong Kong as exporters overstated export revenues to bring more foreign currencies onshore. The tide completely reversed in early 2014 when the RMB began to drop against the greenback. Exporters may have been underreporting overseas sales so they could park part of their foreign revenues offshore in anticipation of a weaker RMB, weighing on overall export sector performance. Whatever the reason, the important point here is that it is unrealistic to expect exports to be a main growth driver for the Chinese economy in the post-crisis world - even without protectionist pressures from President-elect Trump. In recent years the Chinese authorities systematically overestimated the vigor of global demand, and export sector performance almost always lagged the government's annual targets, which contributed to chronic growth disappointments. In this regard, the "Trump" wildcard serves as a wake-up call for Chinese policymakers to further focus on supporting domestic demand. Has Investment Bottomed? With exports chronically disappointing, domestic capital spending holds the key for economic growth. Policy driven investment on infrastructure construction has held up strongly since 2013, while private sector investment mainly in the mining and manufacturing sectors has downshifted sharply. Looking forward, infrastructure spending will likely remain buoyant, supported by both public budgetary sources and public-private-partnerships (PPPs).3 What's changing is that capital spending in the manufacturing sector may have bottomed from a cyclical point of view. Inventory destocking in the manufacturing sector has become very advanced. Improving new orders and rising producer prices should lead to a restocking cycle. There has been a notable improvement in corporate sector profitability and confidence of late, which has historically led capital spending in the manufacturing sector (Chart 8). Consistently, the latest credit numbers show a significant pickup in medium- and long-term loans by the corporate sector, which are typically used to finance investment spending rather than replenish working capital. Chart 7Hong Kong Trade And The RMB Chart 8Manufacturing Capex Has Bottomed The long-term outlook for Chinese private capital spending hinges critically on structural reforms on many fronts. As far as the corporate sector is concerned, it is widely recognized that China's overall tax burden is not high by global standards, but is primarily shouldered by the corporate sector rather than households, and a rebalancing is long overdue. The government under incumbent Premier Li Keqiang has been focusing on reducing administrative red tape and mandatary employee benefits provided by employers as ways to cut corporate sector costs. If the Chinese authorities can implement reforms despite the populist resistance to shifting some of the tax burden from the corporate sector to households, it could further boost corporate profitability and revive animal spirits among Chinese entrepreneurs, leading to another round of investment boom. Any tax reform measures in this direction should be viewed as a major positive development. For now, we see a strengthening case for cyclical improvement in manufacturing investment, after decelerating for over six years. The current sub-par "new normal" growth trajectory rules out a sharp revival in capex, but the marginal change in "second derivatives" is still important as it diminishes a chronic growth headwind. This further limits downside risk and sets the stage for potential positive surprises in the coming months. Stay tuned. Highlights Global Growth: If global demand follows the recent improvements seen in economic sentiment, growth will surprise positively relatively to expectations in 2017. With global inflation also likely to continue drifting higher over the course of the year, the medium-term bearish implications for bonds are clear. Duration Technicals: Government bond markets remain technically stretched, as the bearish positioning from late 2016 is still intact. Combined with price momentum measures that have barely corrected from oversold extremes, yields are not quite ready to resume their ascent. It is too soon to reduce portfolio duration exposure to position for the higher yields that we expect this year. Canada: The Canadian economy has shown clear signs of improvement of late. This trend can continue in the first half of 2017, thus we are closing our short Canadian corporates/long Canadian provincial debt trade and entering a new position - shorting Canadian 10-year government bonds versus 10-year U.S. Treasuries. Feature Chart of the Week Post-Truth: relating to or denoting circumstances in which objective facts are less influential in shaping public opinion than appeals to emotion and personal belief. - Oxford Dictionary Oxford voted that term, "post-truth", as the 2016 international word of the year. That is not a surprise, as the two dominant news stories of the past twelve months, Brexit and Trump, represented triumphs of hot emotional arguments over cold hard facts. Pessimists may argue that what we are currently seeing in the U.S. is a "post-truth" economic upturn, where confidence is soaring in expectation of the potential positive impact from Donald Trump's proposed pro-business agenda, but without a corresponding boost in actual growth. Financial markets appear to have already discounted a more rapid pace of growth, as evidenced by the surge in government bond yields in November/December and sharp outperformance of economically-sensitive asset classes like equities and high-yield (Chart of the Week). We do expect growth to deliver some upside surprises in 2017, putting additional upward pressure on government bond yields and downward pressure on credit spreads. In the meantime, however, markets need to consolidate the recent moves while the hard economic data catches up to booming sentiment. This leads us to maintain a cautious tactical investment stance, both towards duration exposure and credit allocations, while looking for more attractive levels to position for the improving global growth dynamic in 2017 by re-establishing below-benchmark duration positions and increasing corporate bond exposure. Real Growth Or Fake News? In our previous Weekly Report, we discussed how improving U.S. business confidence within the corporate sector could lead to a revival of capital spending after three years of decline.1 Not all of this is attributable to the "Trump effect", though. Global leading economic indicators were already starting to tick upward even before the U.S. election, while actual data in the major economies was surprising to the upside. This suggests that some pickup in global growth is likely in the next few quarters which would put additional upward pressure on the real component of government bond yields (Chart 2). Growth forecasts remain subdued, however, even with the recent bump in sentiment. The Bloomberg consensus expectation for real global GDP growth in 2017 is 3.2%. The International Monetary Fund is slightly more optimistic, projecting growth of 3.4% in 2017 but with only 2.3% growth in the U.S. (this is an updated forecast released yesterday, so after the U.S. election). Central bank growth forecasts at the country level are also relatively downbeat; for example, the Fed is expecting U.S. growth of only 2.1% in 2017 while the European Central Bank (ECB) is projecting Euro Area growth of 1.7%. Given the relatively high level of uncertainty over the potential effects of the incoming Trump administration's economic agenda, it is no surprise that professional forecasters are being cautious as they wait for the details to unfold. Yet while improving sentiment among consumers and businesses does not guarantee a faster pace of economic growth in the absence of rising household incomes and healthier corporate profits. However, greater confidence (i.e. "animal spirits") is often a prerequisite before a cyclical upturn can blossom, turning "post-truth" sentiment into a true recovery. Looking at the data among the major economic regions shows that, if the confidence indicators are to be believed, then global growth could deliver some upside surprises this year: United States: Consumer confidence is soaring, with the Conference Board measure reaching an 8-year high at the end of 2016. The December reading for U.S. National Federation of Independent Business (NFIB) survey released last week showed a similar spike in confidence among U.S. small businesses, with capital expenditures, hiring plans and overall optimism returning to levels not seen since before the Great Recession (Chart 3). This is a similar move to the strong confidence data for corporate CEOs that we presented in last week's report. Chart 2A Cyclical Upturn In Growth & Yields Chart 3U.S. Economic Confidence Improving Euro Area: Euro Area sentiment measures, such as the European Commission confidence surveys or the widely-followed German IFO and ZEW indices, hooked upward at the end of 2016 (Chart 4). Both household and business confidence improved, underscoring how the current cyclical upturn in the Euro Area is broad-based. Japan: While Japan should not be expected to be a major contributor to overall global growth given its well-known structural economic impediments (contracting population, weak productivity, high government debt, etc), the most recent data does show a slight uptick in consumer confidence, business confidence and the Japan leading economic indicator (Chart 5). Chart 4A Solid Uptick In Euro Area Confidence Chart 5Japanese Sentiment Inching Higher Chart 6Upside Risks For Chinese Growth? China: Both consumer and business confidence have improved alongside the cyclical Chinese recovery seen in 2016, but this has not been enough to boost consensus forecasts for Chinese growth this year. Importantly, this creates the possibility of an upside growth surprise as both the OECD leading indicator for China and the proprietary GDP growth model from our colleagues at BCA China Investment Strategy are calling for faster growth in 2017 (Chart 6).2 A potential increase in trade or even military tensions between China and the U.S. is a potential risk to this sunny scenario but, given what we know now about the underlying economy, China looks poised to deliver another year of solid growth. The data does show that the improvement in economic sentiment goes beyond what is happening in the U.S. Some of that could be the spillover effect from greater optimism on the Trump-fueled U.S. economy to the rest of the world. The synchronized uptick in global leading economic indicators, however, suggests that there is more going on than a simple post-election hope that Trump can deliver faster U.S. growth. A genuine synchronized global upturn is underway, which is not "fake news" (which we expect will be the Oxford word of the year in 2017!) Bottom Line: If global demand follows the improvements seen in economic sentiment, growth will surprise positively relative to expectations. With global inflation also likely to continue drifting higher over the course of 2017, the bearish implications for bonds are clear. Bond Market Technicals Have Not Moved Much Normally, such a growing body of evidence pointing to improving global economic sentiment would be a bearish development for bond prices. Fixed income markets have already moved very rapidly, however, to discount a more optimistic outlook for growth. The rise in yields over the final two months of 2016 has left the major sovereign bond markets in a highly stretched position. This was one of the reasons we shifted our recommended duration stance from below-benchmark to neutral in early December.3 Looking at technical indicators such as the deviation of 10-year government bond yields from their 200-day moving averages, or momentum measures such as the 26-week total return for the sovereign bond indices, show that bonds remain deeply oversold in the main "G-4" markets: the U.S. (Chart 7), Germany (Chart 8), the U.K. (Chart 9) and Japan (Chart 10). Chart 7UST Technicals: Stretched Chart 8German Bund Technicals: Stretched Chart 9U.K. Gilt Technicals: Stretched Chart 10JGB Technicals: Stretched In the case of U.S. Treasuries, indicators of market positioning suggest that most traders have not unwound their bearish bets. The Commitment of Traders report shows that speculators currently have the largest net short position in Treasury futures in the history of the data. Meanwhile, the Market Vane index of Treasury sentiment has bounced slightly off the recent lows, but remains at generally downbeat levels (Chart 11) - and still above the levels that heralded prior peaks in yields in 2010, 2013 & 2015. Only the JPMorgan duration survey has shown a closing of net short positions for the more "active" trader base, but not for the overall set of bond investors. We will continue to monitor these positioning and momentum indicators in the weeks ahead to assess when the oversold market conditions have unwound enough to justify a shift back to a below-benchmark duration stance. For now, keep portfolio duration exposure at benchmark. Bottom Line: Government bond markets remain technically stretched, as the bearish positioning from late 2016 is still intact. Encouraging Signs From Canada Last October, this publication laid out a sobering view on the Canadian economy.4 Softening exports were a concern, especially in the non-commodity related sectors and even with a weaker Canadian dollar. Growth in corporate capital spending growth was still contracting, constrained by tight lending conditions. Moreover, household consumption appeared at risk, given the depressed labor force participation rate and low wage increases. This view led us to adopt: a neutral stance - but with a positive bias - on Canadian bonds versus global hedged benchmarks; a slightly more dovish view then the consensus on the next monetary policy move by the Bank of Canada (BoC), not discarding the possibility of a rate cut in 2017 and; a short position on Canadian corporates versus Canadian provincial government debt. Since then, however, the Canadian economic cycle has taken a positive turn. The euphoria surrounding Trump's economic plan for Canada's largest trading partner has definitely prompted some of the improvements. The enthusiasm towards possible pro-business American economic policies seems to have seeped into Canadian business owners' mindset as well (Chart 12). Chart 11UST Positioning Still Very Short Chart 12Trump Is Also Influencing Canada's Mood But there is more to it than that. First, employment data have firmed up. The net change in Canadian employment has been positive in each of the last five months, increasing on average by a robust 47.5k. The previously declining labor force participation rate has stabilized, posting a 65.8% reading in December versus the July low of 65.3%. Plus, more jobs have been created in the private sector versus the public sector and in more stable "regular" employment rather than self-employment (Chart 13). Second, the business sector's mood has brightened. According to the BoC's Winter Business Outlook Survey, sales expectations, investment plans and employment intentions are all recovering.5 More striking, firms' pricing power has jumped higher; prices of products and services sold are expected to increase substantially in the next twelve months (Chart 14, top panel). Better pricing power should help Canadian corporate profits, going forward. Chart 13Employment Firming up Chart 14A Business Cycle Reversal? Chart 15Exports Perking Up This, combined with better credit conditions, could potentially turn the Canadian economic cycle around. Real capital expenditure has been the big missing ingredient to a healthy economic expansion in the last few years. This is about to change as the BoC's Senior Loan Officer survey shows that Canadian bank lending conditions re-entered "easing" territory in Q4 2016 (Chart 14, bottom panel).6 Looser credit conditions usually lead to faster loan growth and stronger investment spending. Third, better sentiment globally, and especially in the U.S., has lifted demand for Canadian products, with growth for both commodity and non-commodity-related exports showing improvement in the last quarter of 2016. While higher commodity prices have certainly boosted commodity-related exports, improving U.S. consumer confidence suggests that Canadian goods exports numbers will perk up in the coming months (Chart 15). Fourth, Canadian housing prices could still grind higher for a while longer and a broad retrenchment in the construction sector might be avoided again in 2017. Granted, the backdrop remains quite risky given high prices and soaring household debt levels. According to the BoC, about 15% of high loan-to-income mortgages issued in 2016 would have been ineligible under the new regulatory framework for allowable mortgage lending.7 Hence, the construction sector will face some headwinds going forward as some new mortgage loans will be harder to come by, on the margin. However, it is not a given either that housing affordability (or lack thereof) has reached peak levels yet (Chart 16).8 Lately, the housing market has held up relatively well, despite the regulatory tightening measures put in place to reduce the systemic risks from overvalued Canadian real estate. New house prices grew at a 3% year-over-year rate in December - the fastest pace in four years - while housing starts have averaged 198k in the last twelve months, surpassing the levels seen during the previous three years. In sum, the Canadian economy has performed better than we previously expected. As such, we remain open to the idea that it could continue in that vein over at least the first half of 2017. That said, our optimism remains guarded. The health of the Canadian non-financial, non-energy corporate sector has been deteriorating over the last two years, limiting the potential for the kind of revival of animal spirits that we are seeing in the U.S. Plus, the cyclical data for Alberta - Canada's fourth most important province - remains moribund. A more robust expansion in that province would be necessary to solidify our conviction level towards the strength of the overall economy. Chart 16Not That Unaffordable Chart 17No Inflation On The Horizon Canada remains fragile; consumer indebtedness levels are elevated by international standards. Accordingly, this economy remains a hiccup away from disappointing in the event of an external shock. A global equity market correction, softer oil prices, a reversal in the latest Chinese reflationary push, a Trump geopolitical blunder and/or a move toward more trade protectionism in the U.S. (especially concerning NAFTA9) could negatively impact Canada at any moment - and in a much bigger fashion compared to most other developed economies. As such, the BoC will be prudent and probably stay on hold in 2017. Inflationary pressures are simply not strong enough to justify turning hawkish. Unemployment at 6.9% remains close to half a percentage point away from full employment levels.10 Our Canadian weekly earnings diffusion index is pointing to lower wage pressures, as well (Chart 17). The 30% probability of a rate hike by year-end currently discounted in the OIS market could easily be priced out if inflation remains subdued. Nonetheless, we have to acknowledge the improving backdrop in our portfolio recommendations: we are choosing to close our trade, shorting Canadian corporates versus Canadian provincial debt, at a loss of -53bps. The defensive characteristics of that trade, which also incurs negative carry, now appear less appealing, especially considering the global "risk on" environment currently in place. For now, we are maintaining our neutral stance on Canadian bonds in our global model portfolio, with Canada unlikely to see the same degree of upside inflation pressures that we expect in the other developed economies. However, we are opening a tactical trade, shorting Canadian government bonds versus U.S. Treasuries at the 10-year maturity. From a historical stand point, Canadian yields are very low compared to the U.S., offering an interesting entry point. In addition, the Canada-U.S. employment ratio and the price ratio of Brent oil to lumber - which have been broadly correlated to the Canada-U.S. spread over the years - are both hooking up, pointing to a wider Canada-U.S. spread and representing an interesting macro signal (Chart 18). U.S. inflation prospects add to this trade's attractiveness. Our colleagues at BCA U.S. Investment Strategy recently made a compelling case for U.S. inflation not being a major threat in 2017 after assessing the prospects for the main components of U.S. core PCE inflation (shelter, core goods and core services).11 Core PCE should converge on the Fed's target of 2% in the second half of 2017, but an inflation overshoot beyond that is not the base case (Chart 19). That could allow Canadian bonds yields to catch up to higher U.S. yields, especially if the oversold conditions in the U.S. Treasury market described earlier persist. This trend can continue in the first half of 2017, thus we are closing our short Canadian corporates/long Canadian provincial debt trade and entering a new position - shorting Canadian 10-year government bonds versus 10-year U.S. Treasuries. Highlights Duration: In the absence of a major economic shock we will reinitiate a below-benchmark duration recommendation once the Global Economic Policy Uncertainty Index displays some mean reversion and positioning indicators are at less bearish extremes. Fed Balance Sheet: The Fed could start to reduce the size of its balance sheet as early as the end of this year, but more likely in 2018. In any case, allowing securities to run off its portfolio will not have much of an impact on long-dated Treasury yields. MBS: Remain underweight MBS. Spreads are already low and have near-term upside based on the slope of the yield curve and the uptrend in interest rate volatility. Feature As we pointed out in our December 6 report, the bond selloff had proceeded too far, too fast, and was due for a pause. The 10-year Treasury yield then peaked at 2.6% on December 16 and has now fallen back to 2.4% as we go to press. It is of note that all of the reversal has come from the real component of yields while the compensation for expected inflation has remained firm (Chart 1). Chart 1Bear Market On Pause In our end-of-year "Themes For 2017" Special Report 1 we explained why we believe Treasury yields will level-off in the near term before heading higher throughout most of 2017. Now that we have entered this first "consolidation phase" it is time to consider what factors would cause us to reinstate a below-benchmark duration stance. But first, let us quickly recap our bearish 6-12 month outlook for Treasuries. The Cyclical Outlook For Treasury Yields Many of the headwinds that held back economic growth last year - including fiscal policy, inventory drawdowns and the impact of a distressed energy sector on capital spending - are poised to abate in 2017. With stronger growth and an already tight labor market, core inflation will continue to gradually rise toward the Fed's target. We expect trailing 12-month core PCE inflation will reach the Fed's 2% target near the end of 2017. Consequently, the cost of inflation protection embedded in bond yields will also converge with levels that are consistent with the Fed's target (Chart 2). We judge this level to be in the range of 2.4% to 2.5% for long-dated TIPS breakevens. With the 5-year/5-year forward TIPS breakeven rate at 2.13% and the 10-year TIPS breakeven rate at 2%, long-dated Treasury yields have approximately 30-50 bps of upside from the inflation component alone. Chart 2Breakevens Still Too Low Chart 3Real Yields Also Biased Higher We are less certain about how much higher real yields might move during the next 12 months. However, the downside in real yields is surely limited. Chart 3 shows that changes in the 10-year real yield and changes in our 12-month Fed Funds Discounter2 are almost always positively correlated. At present, the reading from our discounter is 46 bps, meaning the market is priced for about 2 more rate hikes during the next 12 months. Given our positive economic outlook, 2 or 3 rate hikes in 2017 sounds reasonable. Is Now The Time To Trim Duration? Barring any major economic setbacks we will consider three factors when making this decision: (i) valuation, (ii) economic policy uncertainty and (iii) sentiment & positioning. Factor 1: Valuation When we last shifted from a below-benchmark to a benchmark duration stance on December 6 the 10-year Treasury yield traded 14 bps above the fair value reading from our 2-factor Global PMI Model. At present, the 10-year yield is only 9 bps cheap on this model (Chart 4). In other words, valuation is essentially neutral. But since global PMI is likely to trend higher over the course of the year, we would be comfortable cutting duration at current valuation levels should the other two factors on our checklist fall into place. Factor 2: Uncertainty We've been talking a lot about uncertainty recently, mostly in reference to the Global Economic Policy Uncertainty Index created by Baker, Bloom and Davis.3 This index exhibits a strong inverse correlation with Treasury yields over time and has shot higher during the past couple of months without a corresponding decrease in yields. When we consider the uncertainty index alongside Global PMI and bullish sentiment toward the U.S. dollar in our 3-factor model of Treasury yields, we find that the 10-year Treasury yield now appears 38 bps cheap (Chart 5). Chart 4Close To Fair Value... Chart 5...But Uncertainty Remains Elevated What is particularly odd is that the uncertainty index has diverged so sharply from measures of both consumer and small business confidence (Chart 6). This epic split can mean only one of two things: Chart 6Excessive Optimism Or A False Reading From The Uncertainty Index? Businesses and consumers are excessively optimistic in the face of an increasingly uncertain back-drop, or The uncertainty index is unable to distinguish between policy shocks with positive and negative economic implications We turn to history in an attempt to determine whether the warning from the uncertainty index should be heeded. Specifically, we searched for other one-month periods when there was a one standard deviation increase in the uncertainty index alongside increases in both consumer and small business confidence. Since 1991, ten months meet these criteria (Table 1). Table 1Periods Displaying One Standard Deviation Increase In Global Economic Policy##br## Uncertainty Index* And Increase In Both Consumer Sentiment Index** ##br##And Small Business Confidence Index*** (1991 To Present) First we note that Treasury yields declined in 7 out of the 10 flagged periods, but in many of those episodes the scale of the positive confidence shocks was not very large. The two months that appear most similar to the present situation are September 2008 and December 2013. Chart 7Investors Still Bearish The Fed announced the tapering of its asset purchases in December 2013 amidst signs of an improving economy. The hawkish Fed announcement and improving economic outlook sent yields higher on the month, while the uncertainty index spiked as a large number of Fed-related news stories hit the papers.4 One thing that makes December 2013 an imperfect comparable to the present day is that the uncertainty shock was relatively small compared to the confidence shocks. In September 2008 the confidence shocks were not as large as the uncertainty shock, much like today, and the 10-year Treasury yield managed a 2 bps increase. However, it is definitely unfair to draw a conclusion based on the extremely volatile price movements that were witnessed at the height of the financial crisis in September 2008. Based on the example of December 2013, we cannot decisively rule out the possibility that the uncertainty index is simply giving a false signal. However, if that is the case we would expect the uncertainty index to mean revert in relatively short order. Given the strong historical relationship between the uncertainty index and Treasury yields, we will wait for some mean reversion in the uncertainty index before shifting back to a below-benchmark duration stance. Factor 3: Sentiment & Positioning When we shifted from a below-benchmark to a benchmark duration stance measures of investor sentiment and positioning were at bearish extremes, sending a decisive signal that the bond market was oversold. As of today, some of these indicators have started to reverse course while others have not (Chart 7). Our BCA Bond Sentiment Indicator, a composite of a survey of bullish sentiment toward bonds and the 13-week rate of change in bond yields is no longer at an oversold extreme. However, net speculative positions in the 10-year Treasury futures contract have moved even further into "net short" territory. The J.P. Morgan client survey shows that investors remain below benchmark duration in aggregate, although active traders are no longer net short. Although some capitulation of shorts has already taken place, we will await some further normalization of positioning - particularly in net speculative futures - before reinitiating a below-benchmark duration stance. Bottom Line: In the absence of a major economic shock we will reinitiate a below-benchmark duration recommendation once the Global Economic Policy Uncertainty Index displays some mean reversion and positioning indicators are at less bearish extremes. The Fed's Balance Sheet & The Shortage Of Bills The minutes from December's FOMC meeting revealed that: Several participants noted circumstances that might warrant changes to the path for the federal funds rate could also have implications for the reinvestment of proceeds from maturing Treasury securities and principal payments from agency debt and mortgage-backed securities Since then, three different FOMC members have also spoken about the size of the Fed's balance sheet. Philadelphia Fed President Patrick Harker said that the Fed should consider shrinking its balance sheet once the fed funds rate reaches 1%.5 Boston Fed President Eric Rosengren made the case for more immediate action6 and St. Louis Fed President James Bullard said the Fed should consider shrinking its balance sheet in 2017.7 Clearly, talk of unwinding the Fed's balance sheet is heating up. The Fed's only official stated position on this topic is that it will keep its balance sheet level until normalization of the fed funds rate is "well under way", a statement we have long interpreted to mean "until the fed funds rate is 1%, or perhaps even higher". As such, we would not expect any action on winding down the Fed's balance sheet until late this year at the earliest, and more likely in 2018. The Impact On Treasury Yields In any case, as we detailed in a report published in August 2015,8 we do not think that the Fed allowing its balance sheet to shrink will itself have much of an impact on Treasury yields. The reason relates to the way in which maturing Treasury securities are currently rolled over at auction and the persistent shortage of T-bills in the market. Chart 8Fed Runoff Will Increase##br## Issuance To Public ... At the moment, balances of matured Treasury securities are added to upcoming note/bond auctions as non-competitive bids. In other words, as Treasury securities mature the Fed buys an equal amount at upcoming Treasury auctions. If the Fed were to cease this reinvestment, that amount would need to be added to the competitive portion of the auctions and would greatly increase the gross issuance of Treasury debt to the public. For a sense of scale, we calculate that Treasury issuance to the public would need to increase by $426 bn in 2018 and $378 bn in 2019 if the Fed were to cease the reinvestment of its portfolio at the end of this year (Chart 8). We contend, however, that a significant portion of this extra financing requirement will be met through increased T-bill issuance and will therefore not impact long-dated Treasury yields. The Treasury department has had a stated goal of increasing T-bill issuance since May 2015 and bill supply as a percentage of total Treasury debt remains near a multi-decade low (Chart 9). Further, T-bills are still in high demand as evidenced by the fact that they are trading at a substantial premium to other money market instruments (Chart 10). This premium exists despite the fact that the Fed has been soaking up a lot of T-bill demand through its Overnight Reverse Repo facility (Chart 10, bottom panel). If the Fed were to phase this program out alongside a reduction in the size of its balance sheet - which is its current stated exit strategy - the shortage of T-bills would be exacerbated. Chart 9... But Mostly Through T-Bills Chart 10T-Bills In High Demand Of course there is a new regime about to enter the White House and the Treasury department, and also a lot of uncertainty about how large the deficit will be going forward. If the deficit is increased substantially then it would likely be necessary for the Treasury department to increase the size of both bill and coupon issuance in the years ahead. Bottom Line: It is necessary to consider both fiscal policy and the Fed's balance sheet together when forecasting Treasury issuance. Further, whatever the government's financing requirement, a considerable portion of it will be addressed through increased T-bill issuance in the years ahead. This will limit the impact on long-dated Treasury yields. A Quick Note On MBS Chart 11MBS Spreads Are Too Low Any unwind of the Fed's balance sheet will have a much greater impact on MBS spreads than on Treasury yields since it will add directly to the supply of MBS available to the public, which tends to correlate with MBS option-adjusted spreads (Chart 11). Of course, other factors such as the rate of prepayments will determine how quickly the Fed's MBS holdings run off and the state of the housing market will determine how much new mortgage origination takes place. We hope to explore these issues in more depth in the coming weeks. Of more immediate concern for MBS spreads though is the recent divergence between nominal spreads, rate volatility and the slope of the yield curve (Chart 11, bottom two panels). MBS spreads have not widened in recent weeks despite curve steepening and rising rate vol. MBS spreads are already low compared to investment alternatives and have upside in the near term, especially if the yield curve continues to steepen, as we expect it will. Looking further out, the eventual wind down of the Fed's balance sheet is another risk the MBS market will have to face. Bottom Line: Remain underweight MBS. Spreads are already low and have near-term upside based on the slope of the yield curve and the uptrend in interest rate volatility. Highlights Portfolio Strategy The elevated ratio of market cap-to-GDP discounts strong growth far into the future, suggesting that a market validation phase may be lurking. Capital markets-sensitive stocks have had a good run, but the six month outlook is more mixed than bullish. Lift the packaged food group to neutral following the price plunge, because expectations have undershot. Recent Changes S&P Packaged Foods Index - Lift to neutral, locking in a profit of 3%. Table 1 Feature Equities are approaching their first fundamental test since the post-election surge. Fourth quarter earnings season will soon begin in earnest, with the strong U.S. dollar threatening to temper forward guidance, based on its tight inverse correlation with future net earnings revisions (Chart 1). The post-election stock market valuation expansion has been sentiment-driven: our Equity Sentiment Composite is at a bullish extreme, powering the advance in multiples. That echoes the massive growth forecast upgrade on the back of expectations of a more business friendly, reflationary fiscal policy. The NFIB survey of small business optimism has soared to levels typically reserved for a V-shaped rebound exiting recession (Chart 1). Soaring growth expectations mean that a volatile, equity validation phase is inevitable. The timing is difficult to pinpoint, however, because momentum can be a powerful and seductive force. In other words, performance anxiety and fear of missing out are overwhelming cyclical warning flags. For instance, the total market capitalization (MC) of the U.S. stock market is more than 120% of (nominal) GDP, more than double the 2008 trough (Chart 2). MC as a share of GDP has only been higher during the TMT bubble in the late-1990s. Since the 2008 low, central bank balance sheet expansion and the accrual of earnings to the corporate sector rather than to laborers have powered this remarkable surge. Low interest rates have also incented investors to bid up MC using leverage. Margin debt is now at previous peaks relative to GDP (Chart 2). It is possible that a repeat of TMT period could be unfolding, but betting on a multi-standard deviation event is high risk and low reward, especially given already elevated margin debt, and more recently, rising debt-servicing costs. MC to GDP has averaged 75% over the last forty five years. Even if nominal GDP boomed at 8% per annum for the next five years, market cap would still be over 80% of GDP, or well above the average. It may be too optimistic to expect market cap to stay above average over the next five years even if economic growth booms, because strong growth would imply a shift from interest rate normalization to restrictive settings, and wages would take an ever increasing share of corporate profits, removing two key valuation supports. What is clear is that subsequent long-term returns from current levels of MC/GDP have been poor. Chart 3 inverts and advances MC/GDP by 10-years, and plots that with 10-year rolling equity returns: long-term return potential looks paltry. Admittedly, this valuation gauge does little to forecast short-term market moves, but over the next 3-6 months, our concern is that economic euphoria will prove to have overshot reality. Chart 1Too Many Bulls? Chart 2Investors Already Fully Committed Chart 3Paltry Long-Term Returns Ahead The steady decline in total bank loan growth to nil and slide in federal income tax receipts to zero growth is worrying. The latter is an excellent confirming indicator for overall employment and economic growth (Chart 2, bottom panel). The current message does not confirm the budding economic boom currently discounted by the stock market. Consequently, we recommend a capital preservation mindset and a focus on controlling risk, as opposed to chasing short-term momentum driven returns. Against this backdrop, this week we highlight an undervalued consumer-dependent area and revisit the red-hot financials sector. Where To Next For Capital Markets? Anything financials-related surged after the election. A short covering rally morphed into optimism that the sector's regulatory burden will be loosened, ultimately allowing companies to earn a higher return on equity, thereby warranting increased valuations. In response, we upgraded our overall financial sector view in November, boosting our exposure to the previously lagging asset management & custody bank (AMCB) group to overweight and the capital markets group to neutral. The surge in equities relative to bonds has provided a catalyst for these groups to outperform (Chart 4), and that has the potential to become a longer-term asset preference shift amidst Fed tightening. That dynamic bodes well for a continued re-rating of the AMCB index. Does the same hold true for the higher beta capital markets group? The jury is still out. Capital markets stocks have historically gotten off to a slow start during Fed tightening cycles. Table 2 shows the average relative 6-, 12- and 24-month returns once the Fed begins hiking interest rates. Capital market stocks have underperformed during the first six months, regaining that in the subsequent 6 months, before finally accelerating meaningfully in year two. Using this as a guide (and the most recent hike as the true start to a Fed tightening cycle) would suggest that the initial relative performance surge is vulnerable to a pullback in the first half of this year. Meanwhile, the bull case for capital markets includes more than just higher rates and a steeper yield curve. The share price jump suggests that industry profit outperformance looms (Chart 5). A similar relative performance surge in 2013 was accompanied by a massive earnings surge. Chart 4Good News For Capital Markets... Chart 5... But Already Discounted? Table 2Capital Markets & Fed Tightening Cycles Earnings outperformance requires a sustained increase in capital formation, but we are reluctant to extrapolate the recent improvement in market and economic sentiment to an actual increase in demand for capital just yet. Typically, a rise in the stock-to-bond (S/B) ratio foretells of an increase in animal spirits. A rise in the S/B ratio signals that deflationary risks are receding, and points to a re-acceleration in new stock issuance (Chart 4), a plus for fee generation. But companies have already been taking advantage of cheap financing to issue equity and debt to fund M&A and buybacks, reflecting the lack of organic growth opportunities in recent years. Incremental equity raises will require a validation of growth-sponsored capital needs, rather than more financial engineering. As a share of GDP, M&A has already reached levels that coincided with previous peaks in speculative activity (Chart 6). At best, a period like 1999 could occur, when M&A stayed at a high level for two years, helping profits and share prices to outperform. But that period was a massive speculative asset bubble, and positioning for a replay is fraught with risk. Chart 6Already Past The Peak? Chart 7Limited New Capital Formation We are more concerned that capital formation might not live up to what is quickly becoming embedded in share prices. Chart 7 shows that the yield curve already appears to be peaking, suggesting that economic expectations have hit a ceiling. Moreover, bank loan growth has dropped to nil over the past three months, led by the commercial & industrial credit category (Chart 7). The sharp decline in C&I loan demand implies that business funding requirements are diminishing. This is corroborated by the plunge in corporate bond issuance, which has occurred within the context of narrowing corporate bond spreads and increase in risk appetites, ideal conditions for companies to issue debt (Chart 7). All of this is consistent with the message from the corporate sector financing gap, which is signaling that companies are no longer spending in excess of their cash flow (Chart 7). The corporate sector is not in a financial position to embark on a major expansion phase. Our Corporate Health Monitor remains in deteriorating health territory, underscoring limited balance sheet capacity for growth. That is consistent with a rising corporate bond default rate and more subdued M&A activity (Chart 8). Directionally, M&A activity has a critical influence on swings in capital markets return on equity, given generous profit margins for this vertical (Chart 8). Chart 8Hard To Envision A Continued M&A Boom Chart 9Firms Are Not Positioning For Growth Even the capital markets industry itself is not yet putting its money to work in anticipation of an upturn in business activity. Staff level changes are pro-cyclical. Companies hire to meet increase demand on their resources and are quick to slash when revenue opportunities diminish. As such, capital markets employment provides a good confirming indicator for earnings momentum. Chart 9 shows that capital markets hiring has dried up, similar to loan demand. The implication is that the expected upturn in relative forward earnings momentum may not materialize in the short run. Perhaps lags will eventually close these gaps, but with valuations now more dear than at any time since the Great Financial Crisis (Chart 9), prudence warrants patience before adopting a more optimistic positioning. Bottom Line: The S&P AMCB index continues to represent a more attractive risk-adjusted exposure to the improvement in market and economic sentiment than the capital markets group, because a meaningful increase in capital formation is still not assured. Stay overweight the former, and neutral on the latter. Time To Nibble On Packaged Foods Packaged foods stocks have been through the grinder in the last few months. We have been underweight this group, because it had not corrected alongside the rest of the consumer products complex (Chart 10), while leading revenue metrics had softened and employment costs had increased. However, the sharp share price decline means that difficult conditions are now being discounted. Chart 11 shows that the relative forward P/E ratio is well under the long-term average. Sales growth expectations have cratered, reflecting the negative impact of food price deflation and the strong U.S. dollar on this export-dependent industry. Chart 10Food Stocks Have Spoiled Chart 11Expectations Have Undershot We doubt conditions will worsen, especially relative to depressed expectations. In fact, previous drags are stabilizing, on the margin. For instance, the consumer price index for food products has troughed on a growth rate basis, suggesting that the de-rating in sales expectations has run its course (Chart 11). On the downside, capacity utilization rates are still low as a consequence of the previous retrenchment in food spending and increase in capacity. Indeed, the food production footprint has expanded over the last several years, which has been a contributing factor to the rise in labor costs and constraints on profitability. The good news is that industry wage inflation has crested and utilization rates appear to have troughed. Importantly, the U.S. dollar is not undermining growth prospects as much as dire forecasts suggest. Real exports of food and beverage products have surged in recent months (Chart 12). On the flipside, imports have declined, suggesting less fierce foreign competition. Chart 12The Strong Dollar Is Not A Death Knell... Chart 13... Especially If It Keeps Costs Down Total food demand growth has improved, as measured by the combination of export growth and real domestic food spending (Chart 12). Even the food shipments-to-inventories ratio has edged back into positive territory, a plus for future selling price increases. In addition, a strong U.S. dollar should continue to keep a lid on raw food prices (Chart 13). Low input commodity costs have helped propel our profit margin proxy to new cyclical highs, heralding ongoing margin expansion. The latter demonstrates impressive operating discipline amidst a tough sales backdrop. More recently, sales growth at food and beverage stores has reaccelerated (Chart 13), suggesting that factories will get busier, providing additional support to profit margins and reversing sagging return on equity. If ROE stabilizes, then the valuation compression will end. Bottom Line: Lift the S&P packaged food index to neutral, locking in a 3% profit since our underweight call in September 2015. A further upgrade is possible if utilization rates begin to improve, heralding an increase in pricing power. Current Recommendations Current Trades Size And Style Views Favor small over large caps. Favor growth over value (downgrade alert).
Special Report Highlights Argentina's structural reform story keeps getting better and the bull market in the nation's assets has further to go. Further interest rate cuts means a cyclical economic recovery is in the making. The South American nation will continue to attract, and retain, global capital. Stay with the long ARS / short BRL trade. Dedicated EM and FM investors should remain overweight Argentine equities, and stay with the long Argentina / short Brazil relative equity trade. Sovereign credit traders should stay overweight Argentine credit within EM credit portfolios. In addition, go overweight Argentine local currency government bonds versus the EM benchmark. A new trade: go long 7-year Argentine local currency government bonds, currency unhedged. Feature After taking a pause over the past few months, Argentine share prices have once again begun to climb (Chart 1), and rightfully so. Yet another round of reforms and needed policy adjustments by the all-star cabinet of President Mauricio Macri have been rolled out. In fact, the sheer volume and frequency of orthodox policy measures deployed so far has been so extensive that not a week has gone by when seemingly yet another price control has been lifted or incentive-distorting subsidy scrapped. This is also a sign of how many distortions were in place to begin with, but clearly the government's reform momentum remains in high gear. Chart 1The Bull Market In Argentine Equities Has More To Go With positive long-term reform, however, comes short-term pain, as we highlighted back in September.1 Unsurprisingly, Argentina's recession has been deep and prolonged. This is about to change. A strong disinflationary momentum is starting emerge, and will re-animate growth in the months to come as interest rates drop significantly. Ultimately, what matters for investors is the outlook for the economy's return on capital, and signs point towards a potentially multi-year and sustainable economic expansion in the making. The re-rating process has further to go. Stay long/overweight Argentine assets, including equities, sovereign and local credit, and the Argentine peso versus the Brazilian real. Full-Out Structural Transformation Continues 2017 has been kicked off with a full reform swing in Argentina, as the Macri administration has implemented another round of orthodox measures. Among them: Capital Markets Liberalization. Capital controls have been eliminated. The 120-day holding period for repatriating capital has been abolished. In addition, the central bank has done away the maximum monthly amount of foreign exchange purchases. Energy Reform. A major agreement with oil companies and oil unions has been announced regarding the nation's massive Vaca Muerta shale oil and gas basin. Competitiveness will be boosted via lower labor costs as unions have agreed to more flexible contracts and to limit benefits. In addition, firms have pledged to invest US$5 billion in 2017. Also, export taxes on crude oil and derivatives have been removed, and oil price subsidies will continue to be reduced. Telecom Reform. For the first time since 2001, the government is no longer intervening to block price increases, even for regulated services where tariffs had not increased since 2001. In addition, regulations in the telecommunications sector will be loosened in a bid to increase competition, boost investment and modernize the nation's internet service. On top of these recent reforms, the government is already beginning to implement an ambitious infrastructure plan while currently drafting a long-term strategy - its so-called 2020 Production Plan. The plan boasts eight main pillars, among them: developing and deepening local capital markets to attract more foreign investment; lowering the cost of capital for firms; working towards much needed tax reforms to lower the incredibly high tax burden on corporations; improving labor legislation; fostering innovation; increasing competition; reducing red tape; and boosting infrastructure. This continued supply-side reform push, coupled with a big pullback in the role of the state in the economy to crowd in investment, is exactly what this capital-starved economy needs (Chart 2). Startlingly, even among low savings/investment South American economies, at 14% of GDP, Argentina's capex-to-GDP is the lowest in the region, with Brazil now in a close second-to-last place (Chart 3). As a capex-boom materializes in Argentina, the potential upside for return-on-capital of such a mismanaged and underinvested economy is enormous. Chart 2Argentina: More Investment, Less Government? Chart 3Structural Reforms Will Improve Argentina's Abysmal Investment Rate A clear advantage is that the nation boasts an overall well-educated population, at least by South American standards. The country's tertiary educational enrollment rate, a quantity measure, currently stands at 80% - a high level both in absolute terms and relative to South American peers (Chart 4). And when looking at standardized test scores, a quality measure, Argentina stands close to the middle of the pack relative to other emerging market (EM) and frontier market (FM) economies, but near the top versus its Latin American peers (Chart 5). Overall, a supply-side reform bonanza, agile and orthodox policymaking and a relatively educated population means Argentina's overall return on capital and languishing labor productivity growth could experience a similar surge to the one seen during the 1990s (Chart 6). Chart 4Argentina Versus South America: ##br##Educational Attainment Chart 6Labor Productivity Is Set To Improve,##br##Significantly Bottom Line: Argentina's structural outlook is extremely positive. A Dollar Deluge... In Argentina? Argentina has been known much more for repelling capital (i.e. capital flight) than attracting it. However, its ongoing structural transformation means that foreign capital will continue to make its way back in. Attracting sufficient foreign capital is key to finance the Macri administration's ambitious capex-led growth plan. Yet at 15% of GDP, Argentina's domestic savings rate is low, also reflected by its current account deficit (Chart 7). Will the nation be able to attract sufficient capital to finance its current account deficit of 2.8% of GDP, or US$16 billion dollars? We believe so. If an economy offers a high return on capital, as is likely in Argentina at present for the reasons mentioned above, it will attract more than enough capital to finance its current account deficit - possibly even more than it requires. So far, this appears to be the case in Argentina. For instance: Portfolio inflows have gone vertical over the past year, reaching an astounding annualized level of US$29.1 billion dollars, a 20-year high (Chart 8, top panel). Chart 7Argentina's Domestic Savings Rate Is Low Chart 8Capital Will Likely Continue ##br##To Flood Into Argentina Moreover, cross-border M&A deals, a robust leading indicator for net FDI capital inflows, have surged (Chart 8, bottom panel). Chart 9Argentine Banks Are Flush With Dollars The first phase of a tax amnesty scheme that ran from May to last December has been a massive success. Roughly US$100 billion dollars' worth of assets were repatriated and/or declared, which generated ARS 108 billion, or 1.3% of GDP worth of tax revenues. The second round ends this March, and there may be much more to come. The Federal Reserve has suggested that due to decades of crises, Argentineans along with former Soviet countries have hoarded an enormous amount of (most likely undeclared) U.S. dollars.2 The result of repatriated or undeclared dollar financial assets as well as a boom in agricultural exports receipts, which followed from a more competitive currency and the elimination of almost all export taxes a year ago, has caused foreign currency deposits at commercial banks to soar to US$24 billion, or 20% of total deposits (Chart 9). Chart 10Argentina: Falling Foreign Lending Rates, ##br##Despite Rising U.S. LIBOR As foreign currency loans can only be made to exporters with revenue streams in U.S. dollars, the government has recently loosened regulations so that banks can use the equivalent of half the amount they lend out to exporters, currently US$9 billion in total, to underwrite dollar-denominated Treasury bonds. This means that at least US$4.5 billion worth of U.S. dollar sovereign debt will be able to be bought by local banks, something not possible since 2001. This will provide an additional source of demand for Argentine dollar-denominated debt in the event of any major global financial stress. Lastly, such an ample supply of foreign currency is being reflected in local dollar interest rates, which have been plummeting at a time when U.S. LIBOR rates have been rising fast (Chart 10). This will provide a cushion of cheaper U.S. financing for Argentine exporters as U.S. interest rates continue to rise.3 Importantly, the reason the Argentine peso has been relatively weak in the face of large capital inflows is largely due to the sizable pent-up demand for foreign capital (hard currency assets), following the removal of capital controls in place for so many years. Thus, it was natural there would be some sort of capital flight by households and firms. In addition, corporates that had been previously unable to repatriate profits abroad did so. However, we believe these were one-off's. Going forward the currency should stabilize and/or likely strengthen as the nation's robust macro policy framework boosts the country's return-on-capital, attracting further global capital. Bottom Line: Only a year ago Argentina was locked out of international debt markets and starved for foreign currency. Now, in the face of rising global interest rates, it is flush with foreign currency, with more on the way. A Disinflationary Boom Is On Its Way While the recession in Argentina will likely last a bit longer, there are already signs of an economic recovery in the making. Mainly: Not only has inflation begun to drop in earnest, but importantly inflation expectations are plunging (Chart 11). This is an incredibly significant development as inflation expectations tend to be "adaptive", meaning that they are set based on past experience rather than through some rational, forward-looking thought process. Therefore, such a dramatic fall in inflation expectations appears to be marking the end of Argentina's most recent battle with hyperinflation. Hoping to avoid a major policy mistake on its way toward implementing an inflation-targeting framework, the central bank has been relatively cautious. However, further rate cuts are on their way, which should re-ignite the credit cycle and boost economic activity (Chart 12 and 13). Chart 11Has Hyperinflation Finally Come To An End? Chart 12Much Lower Interest Rates Should Help Support Growth Chart 13Argentina's Credit Cycle Is About To Turn Up For their part, wages in real (inflation-adjusted) terms will be slow to recover (Chart 14), as dislocations to the labor market caused by the Macri government's shock therapy will take time to work themselves out. This is bullish for corporate profit margins and return on capital. In turn, high potential profitability will incentivize local and international companies to ramp up their capital spending in Argentina. Notably, capital goods imports are already rising, a sign that investment is recovering (Chart 15, top panel). As Argentine firms faced foreign currency restrictions for years, an increase in imported capital is bound to go a long way toward boosting productivity. Chart 14Incomes Will Take Time To Recover From Shock Therapy Chart 15Early Signs Of A Recovery In Investment? In addition, rising apparent consumption of cement suggests that the collapse in construction activity is in late stages (Chart 15, bottom panel). Lastly, as to external accounts, chances are the pros and cons will mostly balance out (Chart 16). Chart 16External Accounts Will Not Be A Drag ##br##On Growth Argentina's agribusiness exports will be aided by a competitive currency, and the current investment boom taking place in the sector. However, the country's single largest trading partner, Brazil, which consumes 15% of all its exports and most of its manufactured exports, has so far failed to even recover. Thus, gains from commodities exports will be offset by weak exports to Brazil, which at least will help keep the trade and current account balances in check as import demand recovers. Bottom Line: Aided by structural tailwinds, a cyclical economic recovery is in the making. Politics And Fiscal Policy Exactly one year ago the key risks we highlighted to our bullish Argentine view centered around the ability of the Macri administration to navigate the turbulent waters of shock therapy successfully.4 Specifically, history has shown the failure of Argentine center-right leaders to effectively balance meaningful economic reform with labor relations. In addition, the Macri administration and its alliance – made up mainly of Macri’s Republican Proposal (PRO), the Civic Coalition ARI (CC), the Radical Civic Union (UCR) parties – did not have a majority in either house of Congress, making restoring fiscal discipline challenging, given the deep hole dug by the previous government. While closing the fiscal deficit of 5% of GDP has indeed proved quite difficult in the midst of a recession and full-out structural transformation of the economy, as we expected, Macri's team has brilliantly managed all other risks. Now, as growth is set to recover, the deficit will be lifted by higher tax revenues in real (inflation-adjusted) terms. Chart 17Can Macri Walk On Water? Importantly, with US$19 billion, or 3.1% of GDP, in external debt service due this year (principal and interest), fixed-income markets have been jittery over the 2017 debt financing plan. However, the latest news is once again incredibly bullish for Argentine assets. Just last week the administration unveiled its 2017 debt plan and it has already secured an 18-month repo line with international banks worth US$6 billion. The country also plans on borrowing another US$4 billion from multilateral agencies, and will tap global capital markets with US$10 billion worth of sovereign paper. The government is front-loading the debt issues and tapping global capital before U.S. President-elect Donald Trump takes office on January 20 to hedge against possible market turbulence. External debt service requirements will also drop off considerably after this year - making tapping debt markets now an equally prudent move. To be sure, this year's legislative elections, to be held in October, will be important to monitor, as the balance of power in Congress may speed up or slow down the government's ambitious reform agenda. At present, we do not expect any major change. As a result, Macri's reform efforts will likely continue, particularly if the economy continues to recover. Besides, Macri's team has already proved not only incredibly capable of negotiating with labor unions, but also with politicians of diverse stripes, as was the case during last December's tax reform. To conclude, we warned investors last January that Macri would not "walk on water" when it came to suddenly reining in the fiscal accounts and engineering economic shock therapy. To his and his administration's credit, however, a year on and it appears they have managed to tip-toe on razor-thin ice rather successfully and even maintain a high approval rating to boot (Chart 17). Bottom Line: Argentina's fiscal situation seems poised to improve considerably, which is very bullish for Argentine fixed-income assets. Investment Recommendations Chart 18Stay Overweight Argentine Sovereign ##br##Debt Versus The EM Credit Benchmark Stay long ARS / short BRL. The Argentine peso is not expensive and structural reforms and orthodox macroeconomic policies will likely attract more than enough FDI to fund the nation's balance of payments. And while FDI inflows have also been strong in Brazil, we believe these FDI inflows are set to decelerate,5 in contrast to accelerating inflows in Argentina. Sovereign credit traders should stay overweight Argentine credit within EM credit portfolios (Chart 18), as the growth recovery will greatly improve the nation's fiscal metrics. Fiscal revenues in real (inflation-adjusted) will grow helping contain the fiscal deficit, and the recovery in economic activity will bring down the public debt-to-GDP ratio which currently stands at 57% of GDP. In addition, now that capital controls have been completely lifted, local fixed-income instruments yielding a 1400-basis-point spread above duration-matched U.S. Treasurys are incredibly attractive. Overweight local currency government bonds as well. A new trade: go long 7-year Argentine local currency government bonds, currency unhedged, yielding 15%. Dedicated EM and FM investors should remain overweight Argentine equities via the local market or the more liquid ADR market versus their respective benchmarks, and stay with the long Argentina/short Brazil equity trade. The Argentine FM benchmark and local Merval index are energy heavy, with 20% and 33% of their total market cap, respectively, comprising of energy companies. As we believe energy plays will outperform other commodities plays, particularly industrial metals, Argentine equities will benefit.6 Meanwhile, bank stocks, which account for 38% and 15% of the FM and Merval markets, respectively, are poised to perform well. As there was no credit buildup, unlike in many EMs, the looming rise in non-performing loans (NPL) will not hit earnings much. Moreover, private commercial banks have shifted massively into government bonds since 2014. Public debt holdings have risen 4-fold since 2014, and banks will reap capital gains on these investments as local rates drop. As government bond holdings now stand at nearly 20% of commercial banks total assets, these earnings streams will compensate from a compression in net interest margins (NIM) as interest rates continue falling. As to valuations, although price-to-book values seem elevated, we believe that these valuations have been distorted by hyperinflation. The value of shareholder equity did not rise as much as stock prices and earnings rose with hyperinflation. Thus, we believe Argentine equities will continue to benefit from a genuine re-rating story, and valuations are much cheaper than may appear using conventional metrics. Santiago E. Highlights China's monetary and fiscal policy in 2017 will likely remain accommodative, in order to achieve the goal of an average 6.5% GDP growth over the next five years. China's policies related to its property market will be much more restrictive than the previous two years. Chinese metal demand will grow at a slower pace than last year, as reflationary policies are throttled back. Feature Base metals and bulk markets had a fantastic year in 2016, a complete reversal of their miserable performance in 2015 (Chart 1, panels 1 and 2). Last year, the LMEX base metal index, steel prices and iron ore prices were up 30%, 75%, and 91%, respectively (using average prices in January and December). In comparison, during the same period of 2015, the LMEX index, steel and iron ore were down 22%, 30%, and 41%, respectively. Massive supply reductions, and recovering demand caused by China's reflationary fiscal and monetary policies, were the driving forces behind these sharp rallies in bulks and base metals prices last year. Both the official manufacturing PMI and Keqiang index, which are broadly used as key measures of Chinese economic conditions, reached a three-year high in late 2016 (Chart 1, panels 3 and 4). Clearly, metal prices had already discounted a positive outlook vis-a-vis Chinese economic growth, which was boosted by a series of reflationary policy initiatives in the past two years. The question now is: will reflationary monetary and fiscal policies continue into 2017? If so, on how large a scale will it be? What factors could limit or even prevent reflationary policies in China? A look back China's reflationary policies actually started in late 2014, when the property market and overall economy showed signs of weakness. The country accelerated its reflationary policies throughout 2015 and maintained a moderate reflationary stance in 2016, in order to spur domestic economic growth. Monetary policy: China cut its central-bank directed policy rate five times in 2015 from 5.6% to 4.35%, the lowest level since the data started in 1980 (Chart 2, panel 1). The People's Bank of China (PBoC), the country's central bank, also lowered the reserve requirement ratio at banks - the amount of reserves banks must keep on hand - four times in 2015 and once in 2016 from 18% to 15%, the lowest level since May 2010 (Chart 2, panel 2). Chart 1China Reflationary Policy Drove ##br##Metal Price Rallies In 2016 Chart 2Both Monetary and Fiscal Policies ##br##Were Reflationary Last Year Fiscal policy: China halved its 10% sales tax on passenger cars with engines up to 1.6 liters in October 2015, which boosted auto sales and production significantly last year (Chart 2, panel 3). The country also maintained its high-growth infrastructure investment last year (Chart 2, panel 4). Real estate-related policy: China loosened its housing-related policies extensively since September 2014, by among other things, reducing down-payment requirements for first-time home buyers, and reducing down payments needed to finance second homes. The goal of the policies was to reduce elevated housing inventories. Indeed, those policies, along with the combination of falling mortgage rates, revived the Chinese property market in 2016, and sparked a massive rally in steel-making commodities - metallurgical coal and iron ore - and in base metals. For the first 11 months of last year, the average selling prices of 70 cities and the total floor-space-sold area rose 13.6% and 24.3% yoy, respectively, which considerably improved from the 2015 same period's 6% and 7.4% yoy growth. The floor-space-started area had an even more significant improvement - a growth of 7.6% for the first 11 months of last year versus a deep contraction of 14.7% yoy for the same period of 2015 (Chart 3). What now? This year, we continue to expect accommodative monetary and fiscal policy in China. "Stability" was the key word during the three-day Central Economic Work Conference (December 14-16, 2016), an annual meeting that set out economic targets and policy priorities for next year. "Stability" means the country's leaders will try to implement policies designed to keep the country's GDP growth around 6.5% this year, the average GDP growth target for the five years between 2016 and 2020, under China's five-year plan. China's economic growth is on a downtrend, coming in at 6.9% in 2015, and a predicted 6.7% in 2016 (for the first three quarters of 2016, China's GDP growth was all 6.7%) (Chart 4, panel 1). Chart 3Property Market Policy: ##br##Greatly Loosened In 2015 And 2016 Chart 4We Expect Chinese Monetary And Fiscal Policies ##br##To Stay Accommodative This Year The market's expectation for China's 2017 GDP growth currently is 6.5%. Even though President Xi has stated he is open to growth in China falling below 6.5%, too far below this level - for example, below 6% - could cause widespread disappointment in the country and trigger the "instability" leaders are trying to avoid. Hence, monetary accommodation likely will persist in 2017. As both headline inflation and core inflation in China still are not elevated, we do not expect any rate hikes or increases in the reserve requirement ratio to be announced by the PBoC this year (Chart 4, panel 2). In addition, the RMB depreciated considerably last year, which helps the country's exports and, to some extent, stimulates domestic economic growth (Chart 4, panel 3). In mid-December last year, Chinese policymakers raised the tax on small-engine autos slightly - from 5% last year to 7.5% this year - but this is still below its normal 10% level. This also indicates the country wants to maintain a moderate, but not too expansionary, level of fiscal stimulus In 2017. In 2016, most of Chinese automobile production growth came from small-engine passenger cars, which clearly benefited from this policy (Chart 4, panel 4). This year, we still expect positive growth in Chinese vehicle production but at a much slower rate than last year. Curbing Property Market Exuberance Regarding the Chinese property market, our take-away from the Central Economic Work Conference was that "curbing the speculative home purchases, containing asset bubbles and financial risks" will be among the country's top 2017 priorities. In comparison, back in 2016, reducing housing inventories was the focus. Indeed, with property sales recovering, inventory has fallen from its 2015 peak. Inventories still are elevated, but most of the overhang is in third- and fourth-tier cities, with some of it in even smaller cities (Chart 4, panel 5). A continuation of stricter housing policies deployed since last September to cool the over-heated domestic property market is expected. For example, Beijing raised the down payment for first-time homebuyers from 30% to 35%. Down payments for second homes rose from 30% to a minimum of 50%. For a second home larger than 140 square meters, the down payment is now 70%. So far, more than 20 cities have declared similarly strict policies to control speculative buying in property markets. Currently, a record high 20% of people surveyed plan to buy a new house in the next three months, which indicates further cooling measures are needed for the property market (Chart 5, panel 1). In the meantime, new mortgage loans as a share of home sales in value also reached a record high of 49%, and real estate-related loans as a share of total new bank loans now stand at a 6-year high, signaling financial risk in these markets is rising (Chart 5, panels 2 and 3). All of these factors signal that the Chinese authorities will maintain their restrictive property market policies in 2017. This will be negative for the country's bulk and base metals demand, as the property market accounts for some 35% of demand for these commodities. In conclusion, China's monetary and fiscal policies are likely to stay accommodative in 2017, while the country's housing market is facing restrictive policies. Shifting Economic Drivers For Bulk and Base Metal Demand We would like to remind our clients that China's economic structure is shifting: Services (also known as the "tertiary sector") account for a rising share of GDP, and are not big users of bulks or metals, while manufacturing (i.e., the "secondary sector) demand for these commodities is slowing. Services now account for 51.4% of GDP, while manufacturing now accounts for 39.8% (Chart 6). The GDP weight of services is up from 42% ten years ago, while the GDP weight of manufacturing is down 8 percentage points over the same period. Chart 5Property Market Policy Will Remain ##br##Restrictive in 2017 Chart 6China's Economic Structure Shift Is ##br##Negative To Metals Demand This shift is negative for metal demand growth, as the related manufacturing activity growth slows faster than the overall GDP growth. Overall, we believe Chinese bulk and base metal demand growth in 2017 will slow as a result of less expansionary policies than prevailed last year, and a more restrictive domestic housing market. Next week The Chinese Central Economic Work Conference also emphasized that 2017 will be a year to deepen supply-side structural reforms, which we will discuss in our next week's pub. We also will address the impact of Chinese environmental policy on Chinese metal output. Ellen JingYuan He, Editor/Strategist ellenj@bcaresearch.com ENERGY Chart 7Evidence Of Production Cuts Will Lift Oil Prices Oil Production Expected To Fall Reports of production cuts and reduced volumes being made available to U.S. and Asian refiners have been trickling out since the start of the year, lending underlying support to prices globally (Chart 7). The Kingdom of Saudi Arabia (KSA) is reducing exports of heavy-sour crudes favored by U.S. Gulf refiners, and boosting light-sweet sales, which will compete with North Sea volumes and U.S. shale production. This should tighten the spread between the light-sweet benchmarks Brent and WTI vs. Dubai (medium/heavy-sour). Reduced volumes being shipped by KSA to Asian refiners - particularly to Chinese refiners - will support Brent prices. We continue to expect the production cuts negotiated under the leadership of KSA and Russia to become apparent next month, and for inventories to draw in response. Continued high output by Iraq likely will be reduced in the near future. U.S. shale-oil output most likely will increase in 2H17 by ~ 200k to 300k b/d on average, given higher prices supporting drilling economics. Our expectation for global demand growth remains ~ 1.4mm b/d this year, roughly in line with 2016 growth. Given these underlying fundamentals, we expect inventories will begin showing sharp draws, causing backwardation in crude-oil markets to re-emerge in 2H17. As such, we are re-establishing our Dec/17 vs. Dec/18 WTI front-to-back spread - i.e., buying Dec/17 WTI and selling Dec/18 WTI against it. This spread was in contango going to press, making it particularly compelling. Highlights The global 6-month credit impulse is now in its longest upcycle in a decade. Given also that bond yields have had their sharpest spike in a decade, we would not bet on the upcycle lasting much longer. Lean against the rise in bond yields and bank equities. Underweight the Eurostoxx600 versus the S&P500. Underweight the IBEX versus the Eurostoxx600. Feature A few days into the New Year, two over-arching economic questions are exercising our minds. Is the relationship between sharply higher bond yields and weaker bank credit creation still valid? And is the relationship between weaker bank credit creation and decelerating economic growth still valid? Chart of the WeekCredit Impulses Heading In Different Directions We suspect the answers are yes and yes. European Investors Must Think Globally, Not Locally Europe is not an investment island. Major European stock market indexes comprise large multinational companies whose sales and profits come from across the world. The upshot is that European stock markets almost always move up and down in tandem with other major world stock markets, such as the S&P500 and Nikkei225 (Chart I-2). Mainstream bond markets might seem to be more parochial, given that they are supposedly under the influence of the local central bank. But investors buy and sell high quality bonds as a global asset class. The upshot is that European bond markets also almost always move up and down in tandem with other major developed bond markets (Chart I-3). Chart I-2Major Equity Markets Move Together Chart I-3Major Bond Markets Move Together Hence, European investors must look first and foremost at global drivers. For us, the most important such driver is the global 6-month credit impulse - which sums the 6-month (dollar) credit impulses in the euro area, the United States and China. Does the global 6-month credit impulse have any predictive power? Yes. Chart I-4 shows that it has consistently led the 6-month cycle in the global government bond yield, which is a good proxy for the global growth cycle. Admittedly, this powerful predictive relationship weakened somewhat through 2013-14 during the most aggressive and distortive phase of worldwide QE. However, in the past couple of years, as QE has waned, the global 6-month credit impulse's predictive power has strongly re-asserted itself (Chart I-5). Chart I-4The Credit Impulse Leads ##br##The Global Growth 'Mini-Cycle' Chart I-5The Credit Impulse's Predictive ##br##Power Has Re-Asserted Itself In effect, the charts illustrate that whatever the structural economic backdrop, the global economy experiences a perpetual 'mini-cycle' lasting about 15-24 months. Higher bond yields (or credit restrictions) weaken the credit impulse; the weaker impulse then depresses growth; the depressed growth lowers bond yields; lower bond yields (or credit easing) strengthen the credit impulse; the stronger impulse then boosts growth; the boosted growth lifts bond yields; and back to the beginning... Remember, the credit impulse measures the growth in the credit flow. The important point to grasp is that the impulse can weaken even if the credit flow numbers themselves seem strong. For example, if the credit flow increased from $100bn to $150bn to $190bn it might appear to be growing very healthily. But actually, the impulse would have weakened from $50bn to $40bn, creating a headwind. Where are we in the perpetual mini-cycle? Today, the euro area credit impulse is losing momentum, while the U.S. impulse is waning. Which leaves China's rising credit impulse as the only component supporting the global credit impulse (Chart of the Week). But for how much longer? To repeat, it would just take the global credit flow to decelerate for the impulse to roll over. Now consider that high-quality bond yields have had their sharpest 6-month spike in a decade. And that the current 10 month upcycle in the global credit impulse already makes it the longest in a decade. Hence, we would not bet on this mini-upcycle lasting much longer. A Few Words On Our Credit Cycle Framework Our credit cycle framework has several features which uniquely define it. First, the framework focusses on bank credit. This is because the magic of fractional reserve banking allows a bank to create money and new spending power out of thin air. When somebody borrows from a bank, his bank account and spending power goes up, but nobody's spending power has to go down. In contrast, when somebody borrows by issuing a bond, it merely reallocates spending power from one person to another person. The borrower sees his bank account and spending power go up, but the lender sees his bank account and spending power go symmetrically down. Spending will rise to the extent that the borrower has a higher propensity to spend than the lender, but this may or may not be the case. Second, as already discussed, the framework focusses on the bank credit impulse - which measures the growth in the bank credit flow. This is just to compare apples with apples. Remember that GDP is itself a flow statistic. So the growth in GDP receives a contribution from the growth in the credit flow1 (and not from the flow itself). Third, the framework focusses on the 6-month bank credit impulse. We choose this periodicity because 6 months is about the time that it takes to for credit to be fully spent, thereby yielding the greatest predictive power from the credit impulse to economic activity. Fourth, the framework calculates the credit cycle using bank credit to the non-financial sector2 rather than the more commonly-quoted money supply statistics such as euro area M3. The simple reason is that not all loans generate economic activity. Bank to bank lending may stay trapped in the financial system. The money supply - which is on the liabilities side of the banks' balance sheet - would not pick up this distinction. As M3 captures all bank deposits, it would still be expanding rapidly, giving the false signal that demand should be growing. Hence, it is better to focus on bank lending - which is on the assets side of the banks' balance sheet - and only count lending that is likely to generate economic activity (Chart I-6). This reasoning only works if the official data on bank loans is accurate and complete. In China, this is unlikely to be the case, given its large shadow banking system. But unofficial shadow lending must eventually show up in the money supply. Therefore, exceptionally for the China sub-component, our credit cycle framework does prefer to use the money supply (Chart I-7). Chart I-6Our Euro Area Credit Impulse##br## Uses Bank Lending... Chart I-7...But Our China Credit Impulse ##br##Uses Money Supply A Few Words On Our Reductionist Framework We are also strong believers in Investment Reductionism. This philosophy stems from two guiding principles: Occam's Razor - which says that when there are competing explanations for the same effect, the simplest explanation is usually the best; and the Pareto Principle - which says that 80% of effects come from just 20% of causes.3 The important point is that most of the moves in most financial markets result from a very small number of over-arching macro drivers. To reiterate, Europe is not an investment island. Investment Reductionism means that much of asset allocation, sector selection, and regional and country allocation distills down to getting the global growth cycle right. The remaining charts should leave readers in no doubt. Chart I-8 shows that the global 6-month credit impulse leads the cyclical direction of the global bond yield, and thereby determines asset class selection. Chart I-9 then shows that the direction of bond yields determines sector selection: for example Banks versus Technology. Special Report "That as the only possible policy in our day for a conqueror to pursue is to leave the wealth of a territory in the complete possession of the individuals inhabiting that territory, it is a logical fallacy and an optical illusion in Europe to regard a nation as increasing its wealth when it increases its territory, because when a province or state is annexed, the population, who are the real and only owners of the wealth therein, are also annexed, and the conqueror gets nothing." 1 Norman Angell's "The Great Illusion" posited in the early 1910s that war would be futile for developed nations, especially given the rising importance of economic and financial ties. Nevertheless, the arms race from the late-1800s gained momentum and eventually led to the Great War, dealing a devastating blow to his arguments. The European armament dynamics of the late-19th century/early 20th century are eerily reminiscent of the current post-Great Recession global arms race. Back then Germany, Austria-Hungary and Italy on one side, and Britain, France and Russia on the other, were fiercely trying to outpace each other in military expenditures. The crumbling Ottoman Empire along with the newly created smaller states in Greece, Serbia, Bulgaria and Romania were also eager weapons purchasers. Today, a fresh military expenditure-related development pops up almost daily. Not only are the U.S. and China boosting military spending, but also Japan, Australia, India, Vietnam, Saudi Arabia, Turkey, Russia, etc (Chart 1).2 The list goes on and on. The driving factor is "multipolarity," i.e. the emergence of multiple competing great powers, which BCA's Geopolitical Strategy service has shown to be a key investment theme.3 Chart 1U.S. Defense Spending Is More Than The Rest Of The World Combined While we are not arguing that WWIII will erupt in the coming years, the purpose of this Special Report is to identify the winning global equity sectors from the intensifying global arms race (Chart 2): global defense stocks come atop of our list, but also global space-related equities and cyber security firms would be beneficiaries of the secular increase in military outlays. On a regional basis, the U.S. defense stocks are the only game in town, but undiscovered Chinese, and to a lesser extent Russian, defense stocks are intriguing as are Israeli defense and tech stocks (please refer to the Appendix below for ticker symbols). Chart 2Intensifying Global Arms Race Late 19th/Early 20th Century: Militarism, Globalization & Finance Back in the late-1800s, the ascendancy of Germany was challenging the hegemony of Britain, fueling a European-wide arms race. Smaller newly formed states were also on the hunt for the latest and greatest weaponry. During the Balkan Wars of 1912-13 airplanes were deployed in combat for the very first time, highlighting the importance of new technology. Behind this explosive European rearmament were a few large British companies (Vickers Sons & Maxim Ltd, Armstrong and Whitworth, and Coventry Ordnance Works). "By 1905, its capital of £7.4 million ranked Vickers sixth amongst British companies; Armstrong Whitworth, with 5.3 million pounds capital was eleventh".4 Basil Zaharoff, who acted as general representative for business abroad for Vickers,5 was reputedly one of the richest men in the world.6 Moreover, globalization was on the rise in the late 19th century, as evidenced by global imports as a percentage of GDP (Chart 3). Industrialization coupled with imperialism and the colonization of Asia and sub-Saharan Africa along with population growth and rising demand for commodities were key drivers behind the jump in 19th century globalization. Finally, all of this was made possible by cross-boarder finance. Trade finance and credit growth skyrocketed in the late-1800s and the rising interconnectedness of global financial centers was most evident in the 1907 stock market panic that originated in the U.S., but spread like wildfire to the rest of the world. Chart 3Twin Peaks Of Globalization? Chart 4Heeding The Early 1960s Parallel What About The 1960s? The idea of militarily outspending opponents was very evident in the early-1960s when U.S. defense spending surged by 20% on a year-over-year basis (Chart 4), bolstering demand once again for military contractors. The mutually assured destruction (MAD) doctrine of military strategy and national security policy declared overtly in the early-1960s by U.S. defense secretary Robert McNamara and the Space Race competition between the Cold War rivals also have striking similarities with today, as far as investment implications are concerned. Parallels With Today China's ascendency to a world power large enough to challenge the hegemony of the U.S. is a sea change.7 The rearmament of East Asia is reminiscent of late 19th and early 20th century Europe and involves Japan, Australia, South Korea, Vietnam and India. All of the Middle East, along with Turkey and Russia, are on a structural military spending spree. European NATO fringe states are also arming furiously (Chart 5), trying to thwart Russia's regional ambitions. In the U.S., despite the Budget Control Act of 2011 (sequestration), the CBO projects that defense spending will rise gradually from $586 billion in 2015 to $739 billion by 2026 (Chart 6). This is before any push for a fiscal spending thrust that both presidential candidates have proposed, which would include increased defense outlays. While as a percentage of GDP defense spending may drift sideways, in absolute terms it will likely rise, and thus boost demand for defense contractors. Chart 5Stealthy Rise In Defense Outlays Chart 6CBO Estimates New Defense Spending Highs Globalization has hit an apex recently (Chart 3).8 The world is still licking its wounds from the recent GFC, where U.S. financials stocks were so intertwined with their global peers that the crisis effectively brought down to its knees the global financial system and gave birth to unorthodox monetary policy that Central Banks are still currently deploying. Global Rearmament Beneficiaries If our hypothesis that a global arms race will continue to heat up in coming years pans out, then owning global defense stocks as a structural bet will pay handsome dividends. The global push away from austerity and toward more fiscal spending should also support aggregate defense demand. Thus, there are high odds that global defense stocks are primed to deliver absolute positive returns, irrespective of where the broad global equity market drifts in the next five years. Similar to Vickers and Armstrong and Whitworth making impressive stock market strides early last century, global defense stocks should continue to be high flyers. The early-1960s U.S. aerospace & defense (A&D) stocks are the only close stock market parallel we have come across in our analysis (given data constraints) and comparing this index's available metrics of that era with today is in order. A big pushback to the U.S. Equity Strategy service's constructive view on the U.S. defense index (since the late-2015 inception) has been that the valuations of these stocks are already full, leaving no valuation cushion for any mishaps (Chart 7). True, defense stocks are on the expensive side, but not if they manage to grow into their valuations, as we expect. Relative performance was up over 100% in a span of four years in the 1960s (Chart 8), as U.S. aerospace & defense industrial production (IP) swelled to a 20% per annum clip with utilization rates running at 95% (Chart 8). A&D factories were humming, racing to fulfill orders as U.S. military expenditures were thriving (Chart 4). Chart 7Buy Global Defense Stocks Chart 8In The 1960s A&D Factories Were Humming... This demand surge translated into a jump in sector sales momentum (Chart 4), and given the industry's high operating leverage, earnings and book values soared. From trough to peak, sector EPS rose more than 400%, margins expanded from sub 2% to nearly 8%, and book value doubled (Chart 9). That stellar performance justified initial valuation premiums at the time. Using that period as a guide would imply that there is ample upside left for relative performance of the global defense index (that is a pure play on global defense spending). For comparison consistency, we use U.S. A&D figures. Currently, U.S. A&D IP is contracting, with resource utilization running at 80%. U.S. A&D relative performance has risen a mere 30% since the Great Recession (Chart 10). Chart 9...Boosting The Allure Of ##br## A&D Stocks Chart 10If History At Least Rhymes, ##br## There Is Still Ample Upside... Likely, the advance is still in the early innings, and analysts have been very slow to upgrade their EPS estimates accentuating the apparent overvaluation. Importantly, 5-year forward relative EPS growth estimates are deep in negative territory which is very perplexing given the upward trajectory of industry demand (Chart 11). Given that we only have access to data for MSCI All-Country World aerospace & defense long-term EPS expectations the caveat is that some of the poor expectations and performance could be because of the waning aerospace delivery cycle. Unlike the deteriorating health of the broad corporate sector, profit margins are expanding and net debt-to-EBITDA is a comfortable 1.2x. Similarly, interest coverage ratio is near an all-time high of 8x (Chart 12), while the overall markets EBIT/interest expense ratio is half that. Chart 11...Especially ##br## Given Depressed Analysts' Expectations Chart 12Defense ##br## Wins Championships Global defense sector return on equity (ROE) is almost 30% and rising (Chart 13), whereas global non-financial corporate (NFC) ROE is hitting multi-year lows, with the U.S. NFC ROE plumbing all-time lows (Chart 14). Free cash flow is also growing briskly and the industry is making greenfield investments, with capex growing 9.5% year-over-year, the mirror image of the global NFC sector that is pruning capital outlays (middle and bottom panels, Chart 13). Chart 13Defense Flexing ##br## Its Muscles... Chart 14...Vs. The Atrophy In The U.S. ##br## Non-Financial Corporate Sector On the valuation front, modest overvaluation exists, as portrayed by the high relative price-to-cash flow and price-to-book multiples. However, the global defense stocks forward P/E ratio and EV/EBITDA multiple are on an even keel with the broad market (Chart 15), and if our thesis that a secular uptrend in defense-related demand looms proves accurate, then these stocks are not expensive, but on the contrary still represent a buying opportunity. Chart 15Mixed Signals On The Relative Valuation Front Chart 16Defense Is The Best Offense The Rise In Terrorism, Global Space Race And Cyber Security Threat The unfortunate structural increase in terrorist activity will also embolden governments around the world to step up defense spending (top panel, Chart 16).9 The latter tends to move in long cycles. U.S. defense industry revenues have already begun to outpace those of the overall S&P 500, and a prolonged upturn lies ahead, based on the message from the previous upcycle. From a cyclical perspective, the defense capital goods shipments-to-inventories ratio is outpacing the overall manufacturing sector (second panel. Chart 16), reinforcing the case for ongoing earnings outperformance. The same also holds true in Europe. Western European terrorist attacks have increased, heralding further relative gains for the euro area aerospace & defense index (bottom panel, Chart 16). Beyond the disastrous spike in terrorism, the global space race is also gaining traction, with China spearheading the charge. There is a good chance that China will attain geosynchronous orbit satellites (residing more than 20,000 miles above the earth), challenging U.S. space dominance. India's space aspirations are grand and it is slowly and stealthily rising up the ranks on the space race. Moreover, as more countries aim to have manned space missions, that translates into higher space budgets and thus firming demand for space-related expenditures (Chart 17). Chart 17Space, The Final Frontier Finally, the number of cyber-attacks is also on the rise globally. Defending against attacks is a challenge. Not only does the cyber space domain definition remain elusive, but tracking hackers down is also increasingly difficult given the vastest of the internet, lack of global uniform policing methods and physical country borders. Crudely put, it is a lot easier for a Chinese or Russian hacker to deal a blow, for example, to U.S. nuclear infrastructure rather than physically deliver an attack. All of this suggests that investment in anti-hacking and counter cyber-attack capabilities is necessary around the globe in order to thwart cyber-terrorism. Risks To Our View While there is conceivably a risk that China will abruptly halt its intense militarization and make a U turn in its long-term strategy of becoming a military superpower, we assign a very low probability to such a turn of events. The global push for more fiscal spending may not materialize, which would be a risk to our sanguine global defense spending view. As Paul Volcker and Peter Peterson recently opined in a NY Times article10 - offering a different view from the always-articulate Larry Summers - prudent and fiscally responsible spending is in order given the excessive debt-to-GDP ratio that is probing war-like levels (Chart 18). This excessive debt overhang is not only a U.S. phenomenon, but also a global one spanning both advanced and emerging economies. Chart 18Excessive Debt Is A Risk To Bullish View On Global Defense Stocks One final risk is that the world will enter a prolonged peace phase and global terrorism will get quashed, with conflicts dying down in the Middle East, Russia reining in its imperialistic ambitions and China ceasing to stir the waters in the South and East China Seas. We would also assign low odds to this optimistic "no conflict phase" scenario, but it would indeed be welcome. Investment Conclusion Factors are falling into place for a structural outperformance period in the global defense index. The early-1900s and early-1960s parallels, coupled with the trifecta of terrorism, space race and cyber security all point to upbeat demand for defense-related goods and services. Expressing this buoyant view can be done from a bottom up perspective. The Appendix below highlights all the companies in the global defense index we track from Datastream and the alternative one from Bloomberg. An investable proxy is the U.S. aerospace & defense index as the U.S. dominates global A&D indexes and aerospace outfits also sport significant defense corporate segments (please see the Appendix below for relevant tickers). There are also three fairly liquid ETFs mimicking the U.S. A&D index: ITA:US, PPA:US & XAR:US. Moreover, below are a few more speculative investment ideas. Given China's dominance of global defense spending (ex-U.S.) we are confident that Chinese A&D stocks will also be eagerly sought after and deliver alpha in the coming years (please refer to the Appendix below for a list of China plays). If one has the resilience and the stomach to invest in Russian equities given high political and currency risk, then Russian A&D stocks may be a desirable vehicle. Russia remains a massive weapons exporter with a large sphere of influence. We would not underestimate the returns in local currency of some Russian A&D stocks (the Appendix below lists some Russian A&D listed firms). Finally, Israel A&D and IT companies either listed on NASDAQ or domestically in Tel Aviv offer some great opportunities for investors that can handle riskier investments. Not only Israel's geography, but also its intense IT/military focus and entrepreneurial culture imply that a number of these companies will be long-term winners (please see the Appendix below for relevant tickers). While most of the drones, space-related, and highly specialized IT companies are private, there is a drone and an anti-hacking ETF (IFLY:US & HACK:US). On the space front, we are tracking an index that comprises a number of space-related constituents that we show in the Appendix below. Nevertheless, most of these companies are categorized under A&D. Bottom Line: We are initiating a structural overweight in the global defense index with a longer-than-usual five year secular investment horizon. The re-rating phase in this index is still in the early innings. Highlights Will inflation return in Europe & Japan? Can Trumponomics successfully boost U.S. economic growth? Will global market volatility remain this low? Can China avert a crisis and still be the engine of global growth? Feature With a New Year now upon us, fixed income investors are trying to determine what the next move is for global bond yields after the rapid rise at the end of 2016. While much has been made of the impact of the 2016 U.S. election result on the global bond rout, many other important factors will drive fixed income markets this year (Chart of the Week). In our first Weekly Report of the New Year, we present our list of the most important questions for global bond markets in 2017. Chart 1The Big Questions For 2017 Chart 2Taper Tantrum 2.0? Will Inflation Return In Europe & Japan? Extremely low inflation in the Euro Area and Japan over the past few years has forced both the European Central Bank (ECB) and Bank of Japan (BoJ) to pursue exceptionally accommodative monetary policies like negative interest rates and large scale quantitative easing (QE) programs - the latter acting to depress bond term premia among the major developed markets. Much of this decline in headline inflation in both regions was due to the 2014/15 collapse in oil prices and the previous strength in both the euro and yen (Chart 2), but core inflation and wage growth have also been subdued. If headline inflation were to move higher in either Europe or Japan, it could call into question the central banks' commitment to continue hyper-easy monetary stimulus programs. This could raise the threat of another "taper tantrum" in developed bond markets later in 2017. The recovery in global energy prices in 2016, combined with significant currency depreciations related to ECB/BoJ QE, have boosted the annual growth in the local currency price of oil to 72% in the Euro Area and 63% in Japan. Already, headline inflation measures have begun to move higher in response and, judging by past relationships, a move up to 2% headline inflation in both regions by year-end is possible. In Chart 3 & Chart 4, we present simulations for headline inflation in both the Euro Area and Japan assuming the only changes come from movements in oil prices, the euro and the yen. We show two scenarios where the Brent oil price rises to $65/bbl (the high end of the range expected by our commodity strategists in 2017) and $75/bbl (an extreme scenario). In both simulations, the euro and yen continue to weaken versus the U.S. dollar until mid-2017 before recovering to near current levels by year-end. Chart 3Euro Area Inflation Simulation Chart 4Japan Inflation Simulation Our simulations show that headline inflation in both the Euro Area and Japan could rise to at least the 2% level, and perhaps even higher, if oil prices continue to climb and both the yen and Euro weaken towards 125 and parity versus the U.S. dollar, respectively. Given our views on the likely path of interest rates in the U.S. - higher, as the Fed continues hiking rates - the U.S. dollar is likely to strengthen more in 2017. The oil price moves incorporated in our simulations are somewhat more bullish than our base case expectation, but not extraordinarily so. If there are any upside surprises to global growth this year, oil prices could show surprising strength given the production cutbacks occurring in many of the major oil exporting nations. Higher inflation would be welcome by both the ECB and BoJ, especially if it were accompanied by a rise in inflation expectations. Both central banks have acknowledged the role played by low realized inflation in recent years in depressing expected inflation, but the latter could move up surprisingly fast if the markets believe that either central bank will be slow to respond to the rise in realized inflation. That seems like more of a risk in Japan, where the BoJ is aiming for an overshoot of its 2% inflation target and is promising to keep the Japanese government bond (JGB) curve at current levels until that point is reached. The ECB would be much more likely to make the decision to begin tapering their bond purchases if Euro Area inflation approaches 2%. We see this as the biggest potential threat to global bond markets in 2017 - even more than the expected Fed rate hikes, which are already largely priced into the U.S. yield curve. The ECB was able to successfully kick the tapering can down the road last month by choosing to extend its QE program to the end of 2017, but a decision to defer tapering again will be much harder to make if Euro Area inflation is closer to 2%. If the ECB were to announce a taper later in 2017, this would be very damaging for the long ends of yield curves in the developed markets as bond term premia would begin to normalize - perhaps very rapidly. There is more room for adjustment for term premia in core Euro Area government bonds relative to U.S. Treasuries. An ECB taper announcement, or even just expectations of it, would mark the peak in the spread between U.S. Treasuries and German Bunds which is now at the highest levels in a quarter century. Given the busy upcoming election calendar in the Euro Area, the ECB will not want to even mention the word "taper" until later in the year. Until then, owning inflation protection in Europe, and Japan as well, is the best way to position for upside surprises in inflation in those regions. Bottom Line: Rising inflation in the Euro Area and Japan in 2017 will prompt a rethink of the hyper-easy monetary policies of both the ECB and BoJ, but only the former is likely to consider a taper of its bond purchase program this year. That decision would push global bond yields higher via wider term premia and cause Euro Area government bond markets to underperform U.S. Treasuries, but not until later in the year. Can Trumponomics Successfully Boost U.S. Economic Growth? After a long and divisive U.S. election campaign, the curtain is about to officially be raised on the Trump era on January 20. In anticipation of a more pro-growth agenda from the new president, investors have already bid up the valuations of assets sensitive to U.S. economic growth, like equities and corporate bonds, while also driving up both U.S. Treasury yields and the U.S. dollar. Chart 5Time To Spruce Up U.S. Infrastructure Markets are now discounting a fairly rosy scenario for a solid "Trump bump" to U.S. economic growth in 2017. This is to be expected, given that the president-elect won the White House on a platform full of promises to, among other things, boost government infrastructure spending, cut corporate taxes, tear down excess regulations on U.S. companies and adopt a more protectionist U.S. trade policy. In terms of a direct impact to U.S. GDP growth, there are three obvious places where the economic plan of Candidate Trump could turn into stronger growth this year for President Trump: government fixed investment, net exports and private capital expenditure. Trump's infrastructure plans have received much of the attention from those bullish on U.S. growth in 2017; unsurprising given the proposed size of the proposals ($550 billion). This stimulus would appear to be a source of low-hanging fruit to boost U.S. economic growth, as years of underinvestment has left America with an aging government infrastructure in need of an upgrade (Chart 5). Yet the boost to growth from government investment spending has historically not been large, adding between 0.25% and 0.5%, at most, over the past 40 years (bottom panel). Trump's proposed figure of $550 billion would fit right in with that experience, as it would represent 0.3% of the current $18.6 trillion U.S. economy. That assumes that all the proposed infrastructure spending occurs in a single year. Given the usual long lead times for big government infrastructure projects, and the discussions between the White House and the U.S. Congress over the scope and funding of any major government spending initiative, it is highly unlikely that the direct effect of more infrastructure spending will provide much of a boost to U.S. growth in 2017. That impact is more likely to be seen in 2018. A boost to growth from trade is also possible given Trump's fiery protectionist election rhetoric and his decision to nominate China hawks for major cabinet positions. It is unclear if Trump is willing to risk entering a trade war with China (or even Mexico) by raising import tariffs soon after taking office. It is even more uncertain if this will provide much of an immediate lift to U.S. net exports, if tariffs merely raise the cost of imports without any material substitution to domestically produced goods and services. Even if it did, trade has rarely contributed positively to real U.S. GDP growth outside of recessions since 1960. That leaves private fixed investment as the biggest potential source of new growth in the U.S. in 2017. Trump is proposing a cut in the U.S. corporate tax rate from 35% to 15%, while the Republican plan already set out by House Speaker Paul Ryan is calling for a cut to 25%. Both sides also are in favor of a lower "repatriation tax" on corporate profits held abroad, at a rate of 10-15%. So with all parts of the U.S. government in agreement, a move to cut corporate taxes appears to be a near certainty. In the past, efforts to initiate comprehensive tax reform have been not been done quickly in Washington. Our colleagues at BCA Geopolitical Strategy, however, believe that a deal between the White House and Congress could happen in the first half of 2017. The details of the other major policy initiatives that Trump wants done early in his first term - repealing and replacing Obamacare, and the infrastructure spending program - will be much harder to iron out than a tax cut on which both Trump and the Republican Congress agree. Doing the tax reform first will be the easier choice for a new president.1 Cutting corporate taxes seems like a move that should help boost U.S. private investment spending, as it would raise the after-tax return on capital. However, investment spending has already been underperforming relative to after-tax cash flows since the 2008 Financial Crisis, and the effective tax rate paid by the U.S. corporate sector is already much lower than the 35% marginal tax rate (Chart 6). Something else besides tax levels has been weighing on U.S. corporate sentiment with regards to capital spending intentions. It may be that the burden of excess government regulations, which has soared during the years of the Obama administration (bottom panel), has dampened animal spirits in the U.S. corporate sector. On that front, Trump's proposals to slash regulations - none bigger than repealing Obamacare - could help boost business confidence and fuel an upturn in capital spending. Chart 6A Regulatory Burden, Not A Tax Burden Chart 7Making Corporate America Happy Again Some rebound in capex was likely to occur, Trump or no Trump, given the recent improvement in U.S. corporate profits (Chart 7, top panel). This is especially true in the Energy sector which generated the biggest drag on U.S. corporate investment spending after the collapse in oil prices in 2014/15. Since the election, however, there has been a noticeable improvement in confidence within the "C-suite" for American companies. The Duke University/CFO Magazine measure of optimism on the U.S. economy hit the highest level in over a decade (middle panel), while the Conference Board index of CEO optimism soared to the highest level in three years, at the end of 2016. Executive confidence at those levels would be consistent with a pace of capital spending that could add up to 1 full percentage point to U.S. real GDP growth, based on past relationships - (bottom panel). For both of these surveys, executives cited a more positive outlook on future growth after the U.S. election as a major reason for the increase in optimism. In sum, the biggest potential lift to U.S. economic growth in 2017 from Trumponomics will come from business investment and not government spending or exports, and likely by enough to boost overall U.S. GDP growth to an above-trend pace that will prompt the Fed to deliver at least 2-3 rate hikes by year-end. Bottom Line: A major boost to U.S. economic growth from government investment spending and net exports is unlikely in 2017. A pickup in corporate investment, however, seems far more likely given the boost to longer-term business confidence seen after the U.S. elections, coming at a time of improving global economic growth. Will Market Volatility Stay This Low? Given all the uncertainties over the latter half of 2016, from Brexit to Trump to Italy, it is surprising how low market volatility has been. Measures of implied volatility like the VIX index for U.S. equities have remained incredibly subdued, while even the uptick in MOVE index has been relatively modest considering the year-end carnage in the Treasury market (Chart 8). The fact that global risk assets can remain so relatively well-behaved, even after a surprising U.S election result and a Fed rate hike that has boosted the U.S. dollar, is a sign that the "Fed Policy Loop" - where a more hawkish U.S. monetary stance causes an unwanted surge in the U.S. dollar and a selloff in equity and credit markets - has been broken. As we discussed in our 2017 Outlook report, the Fed Policy Loop framework would not apply in an environment where non-U.S. economic growth was improving, as is the currently the case.2 This may be the most obvious explanation for why market volatilities are low, with developed market equities hitting cyclical highs and corporate credit spreads staying at cyclical lows. In other words, volatility is low because growth is accelerating and global central banks (most notably, the Fed) are not slamming on the brakes. Chart 8The Death Of The Fed Policy Loop? Chart 9U.S. Dollar Strength Will Persist In 2017 The strength of the U.S. dollar has been a function of the widening real interest rate differential between the U.S. and the rest of the world (Chart 9), which is likely to continue this year as the Fed delivers a few more rate hikes while U.S. inflation grinds slowly higher. We do not expect the Fed to be forced to shift to a more aggressive pace of tightening than currently implied by the FOMC forecasts. On the margin, this will help keep market volatility at subdued levels. A predictable Fed slowly tightening into an improving economy is not overly problematic for financial markets. That logic would be turned upside down if non-U.S. growth were to begin to slow sharply (not our base case) or if there were some non-U.S. source of uncertainty that could make markets jittery. Last year, political surprises ended up being the biggest shock for financial markets. Given the busy upcoming election schedule in Europe (Table 1), there is concern that a similar story could play out in 2017. Table 1Europe In 2017 Will Be A Headline Risk The shock of Brexit and Trump have investors asking "where will the next populist uprising be?" France seems like the most obvious possibility, with the well-known right-wing (and anti-EU) populist Marine Le Pen running in this year's presidential election. French government debt has already priced in some modestly higher risk premium in recent months (Chart 10). Even in the bastion of stability, Germany, the rise of anti-immigration parties has some forecasting a difficult re-election campaign for Chancellor Angela Merkel later in the year. Our geopolitical strategists have long argued that there is not enough support for populist, anti-EU, anti-immigration parties in either Germany, France or the Netherlands (who also have an election this year) to win an election.3 The recent polling data strongly supports that view, with Le Pen's popularity on the decline for the past three years and with Merkel's popularity holding steady over the past year (Chart 11) - even as horrific terror incidents committed by "foreigners" have occurred on both French and German soil. Chart 10Not Worried About European Populism... Chart 11...For Good Reasons BCA's Chief Geopolitical Strategist, Marko Papic, believes that Italy remains the greatest political risk in Europe in 2017, with elections possible as early as the spring. With the Senate reforms defeated in the December referendum, the country needs to re-write its already complicated electoral laws. This will likely take time, pushing the potential election date to late spring or early summer. If an early election is not called, a new vote must be held by the expiry of the government's mandate in May 2018. Chart 12Italy Is The Biggest Political Risk In Europ Chart 13A Managed Renminbi Depreciation Given the lower support for the euro in Italy than the rest of the Euro Area (Chart 12), and given the strong showing in the polls for the anti-establishment, anti-EU Five Star Movement led by Beppe Grillo, an early Italian election could be the biggest potential political shock for markets in 2017. This likely will not be enough to cause a major flare-up of global market volatility, but it does suggest that investors should remain underweight Italian government debt. Bottom Line: Improving global growth will continue to support low market volatility during 2017, even with the Fed remaining in a tightening cycle. European political risk should not be a Brexit/Trump-type source of concern for investors outside of Italy. Can China Avert A Crisis And Still Be The Engine Of Global Growth? This is a question that we may be asking every year for the next decade, given China's high debt levels and decelerating potential economic growth. Periodic episodes of uncertainty over Chinese currency policy are always a threat to trigger capital outflows, as has occurred over the past year and half (Chart 13). The Chinese authorities have chosen to allow currency depreciation versus the U.S. dollar to help manage the pace of that outflow, particularly during the past year when interest rate differentials have moved in a more dollar-positive direction. With over US$3 trillion in foreign exchange reserves at the government's disposal, the odds remain low that a true economic crisis can unfold in China. Additional renminbi weakness versus the U.S. dollar is likely in 2017, but the recent actions to sharply raise offshore renminbi interest rates is an indication that Chinese authorities will not tolerate a rapidly weakening currency. The incoming Trump administration is obviously an unforecastable wild card here, and China could respond to a new trade war with the U.S. by allowing a more rapid pace of currency weakness versus the dollar. Having said that - if China-U.S. relations don't boil over, then the underlying story for China will be one of improving economic growth in 2017. The underlying growth indicators in our "China Checklist" unveiled late last year (Table 2) continue to improve (Chart 14), and we continue to see China as being a positive contributor to the global economic cycle in 2017 (Donald Trump and his band of China hawks notwithstanding). This is important, as the global upturn seen in 2016 began in China early in the year. This fed through into many other countries either directly via exports to China or indirectly through an improvement in the pricing power for commodity exporters that benefitted from faster Chinese demand. Table 2The GFIS China Checklist Chart 14Chinese Growth Still Improving Bottom Line: China will likely remain a positive driver of the global economic upturn in 2017, with the biggest risk coming from increased tensions with the incoming Trump administration, not accelerating domestic capital outflows.
