投資ストラテジー: 市場は「実績を見せて(show me)」の段階に入っています。株式が持続的に上昇するためには、より良好な経済指標と貿易交渉における実質的な進展が必要です。当社は両方の前提が実現すると考えています。それまでは、リスク資産が下押し圧力にさらされる可能性があります。 グローバル・アセット・アロケーション: 投資家は12か月の見通しでは株式を債券に対してオーバーウェイトすべきですが、短期的には下方リスクに対するヘッジとして通常より高めの現金ポジションを維持してください。 株式: グロースがボトムアウトした後は、新興市場(EM)および欧州株がアウトパフォームするでしょう。金融を含む景気循環性セクターは、成長サイクルが反転したときにディフェンシブをアウトパフォームし始めます。 債券: 中央銀行はハト派姿勢を維持するでしょうが、世界的な成長の強まりを背景にイールドはそれでも緩やかに上昇する見込みです。国債よりもハイイールドのコーポレート・クレジットを優先してください。 通貨: 逆景気循環的通貨である米ドルは今年後半にピークを迎えると見ています。 コモディティ: 原油および産業用金属の価格は上昇するでしょう。金価格は足踏み状態に入っていますが、インフレがついに顕在化する来年末または2021年に再び注目を集めるはずです。 特集 クライアントの皆様へ、 本レポートに代えて、私は10月7日月曜日の東部夏時間(EDT)午前10時にウェブキャストを開催し、年末以降に想定される主要な投資テーマと見解について説明しました。 敬具, ピーター・ベレジン、チーフ・グローバル・ストラテジスト I. グローバル・マクロの見通し 世界経済の試練期 世界経済は重要な岐路に差し掛かっています。成長は2018年初めから減速しており、多くの者が「失速速度(stall speed)」とみなす水準に達しています。これは経済の弱さが自己強化的に作用し始め、景気後退を引き起こす可能性があるポイントです。 成長の減速はさらに悪化するのでしょうか。私たちの見立てではそうはならないと考えます。ここ4か月で世界の金融環境は大幅に緩和しており、その一因は多くの中央銀行によるハト派への転換です。金融環境の緩和は通常、世界成長にとって好材料です(図表1)。当社のグローバル先行指標は上向きになっており、主に新興市場のデータのわずかな改善によるものです(図表2)。 図表1金融環境の緩和は世界成長を押し上げる

重要な問いは、製造業の弱さがより大きなサービス業セクターへ波及するかどうかです。これは起きつつあるという証拠があり、昨日の予想を下回るISM非製造業指数の発表が最新の例です。それでも、サービス業の活動の減速はこれまでのところ限定的です(図表3)。製造業比率の高いドイツでさえ、サービス業PMIは拡張域にあります。これは、製造業とサービス業の活動が足並みをそろえて崩落した2001/02年や2008/09年と大きく異なる点です。 図表3Aサービス業は製造業ほど軟化していない(I)

ドライブバイ的な減速 多くの投資家に製造業の減速の理由を尋ねれば、貿易戦争や中国のデレバレッジ政策を挙げるでしょう。これらは確かに妥当な理由ですが、あまり知られていないもう一つの犯人があります:自動車です。 WardsAutoによれば、世界の自動車販売は年央の上半期に5%超減少し、グレート・リセッション以来最大の落ち込みとなりました(図表4)。生産はさらに大きく落ち込みました。 図表4自動車セクターの弱さが製造業の下落を悪化させた

世界の自動車セクターの弱さは複数の要因を反映しています。新たな厳格な排出基準、税制優遇の期限切れ、厳格化された自動車ローンの貸出基準の遅行効果、貿易緊張などが一因です。加えて、2015/16年のガソリン価格の下落は一部の自動車購入を前倒しさせた可能性があります。これにより、2015/16年の世界的な製造業の落ち込みが現在の落ち込みの種を蒔いた可能性があります。 自動車の生産が販売よりも速く落ちているという事実は、過剰在庫が解消されつつあることを意味するため、歓迎すべき点です。 米国の自動車ローン貸出基準は正常化し始めており、最新のシニアローンオフィサー調査では銀行が自動車ローンの需要増を報告しています(図表5)。 中国では、自動車販売は今年初めに最大14%の落ち込みを示した後に底を打ちました(図表6)。中国の自動車保有率は米国の5分の1、日本の4分の1、韓国の3分の1程度に過ぎません(図表7)。出発点が低いため、中国の自動車販売は中長期的な上昇トレンドを再開する可能性が高いです。 図表6中国の自動車セクターは底を探している

製造業サイクルは一般に約3年続きます──成長の減速が18か月、その後成長の上昇が18か月です(図表8)。世界の製造業PMIが2018年上半期にピークをつけたとするなら、現在の下落局面は終盤に差し掛かっているはずです。 もちろん、多くは政策の進展次第です。執筆時点で米中のハイレベルの交渉は再開しています。 これらの協議の結果を予測することは不可能ですが、双方とも対立激化を回避するインセンティブを持っているように見えます。トランプ大統領は経済運営に関しては有権者から他の事柄よりもかなり高い評価を受けており、対中貿易交渉の扱いも含めてそれは当てはまります(図表9)。長期化する貿易戦争は米国の成長と株式市場に悪影響を与え、いずれもトランプ氏の再選可能性を損なうことになります。 図表9トランプは経済運営ではまずまず高評価だが、それ以外は評価が低い

中国も成長を下支えしたいと考えています。中国指導部にとってトランプと対処するのは困難だったにせよ、彼が再選された後に貿易合意を取り付けるのはさらに難しくなるでしょう。特にトランプが中国が自身の再選を妨害しようとしたと考えればなおさらです。 たとえトランプが選挙に敗れたとしても、中国が貿易問題で交渉しやすい相手を得られるかは不透明です。賭け市場が現在ジョー・バイデンよりも民主党候補指名獲得の可能性が高いと見ているエリザベス・ウォーレン大統領と環境基準や人権について交渉したいでしょうか(図表10)? 民主党によるトランプ大統領の弾劾の動きは、貿易解決をやや実現しやすくするでしょう。第一に、それはジョー・バイデン(および彼の息子)のウクライナでの疑わしい取引に注目を集め、中国が支持する米大統領候補に打撃を与えます。第二に、トランプを国内問題に集中させるために中国との争いを早く片付けたいという意向を強めさせる可能性があります。 中国はさらに刺激策を行うか? 戦略的に見て、中国には経済を刺激して成長を支え、貿易交渉でより大きなレバレッジを得る強いインセンティブがあります。 中国のクレジット・インパルスは2018年後半に底打ちしました。このインパルスは中国の名目製造業生産やその他多くの活動指標に約9か月先行します(図表11)。 これまでのところ、中国の信用・財政緩和の規模は、2015/16年および2008/09年に経済へ投入された刺激策には及んでいません。これは部分的には当局が当時よりも今日の過度な債務水準をより懸念しているためですが、同時に経済の状況が当時より良好であることも理由です。 貿易戦争からのショックはグレート・リセッションほど深刻ではありません──中国の対米輸出は付加価値ベースでGDPのわずか2.7%に過ぎないことを思い出してください。2015/16年に中国が1兆ドル超の外貨準備を失ったのとは異なり、今回の資本流出は限定的にとどまっています(図表12)。 図表11中国の刺激策は世界成長を押し上げるはずだ

今週初めに発表された予想を上回る中国の購買担当者指数(PMI)データは一縷の望みを提供しています。それでも、8月の活動指標の失望的な数字を踏まえると、中国は今後数か月で刺激のペースを高める可能性が高いです。 当局はすでに預金準備率を引き下げています。今後数か月で政策金利をさらに引き下げると予想します。また、地方政府債の発行を前倒しすることでインフラ支出を押し上げるでしょう。ヨーロッパの成長は改善するはずだ 世界的な成長の回復は今年後半にヨーロッパを後押しするだろう。貿易依存度の高いドイツが最も恩恵を受けるだろう。 チャート13南欧全域でスプレッドは縮小した

ソブリン・スプレッドの低下も南欧を支えるはずだ(チャート13)。イタリアの対独国債の10年スプレッドは8月中旬以来ほぼ1ポイント縮小し、イタリアの10年利回りは0.83%まで低下した。ギリシャの10年債は現在米国債より利回りが低くなっている(ギリシャの製造業購買担当者景気指数は現在世界で最も強い)。 欧州中央銀行が再び市場で国債と社債を買い入れているため、借入金利は低い水準にとどまるはずだ。国内総生産の先行指標であるユーロ圏のマネー成長はすでに加速している(チャート14)。民間向け銀行貸出は引き続き加速するだろう。 適度な財政刺激も助けになるだろう。欧州委員会はユーロ圏の財政的な押し上げが2019年に国内総生産比0.5%増加すると見積もっている(チャート15)。保守的に公共支出乗数を1と仮定すると、これはユーロ圏の成長を0.5ポイント押し上げることになる。財政政策の変更と実体経済への影響の間にはタイムラグがあるため、国内総生産成長への恩恵の大部分は今年の残りと2020年に発生するだろう。 チャート15ユーロ圏の財政刺激策も成長を押し上げるだろう

英国では、ブレグジットの不確実性が引き続き成長を圧迫している。英国の企業投資は特に大きな打撃を受けている(チャート16)。ボリス・ジョンソン首相は10月末に合意の有無にかかわらず英国を欧州連合から離脱させると主張し続けている。我々は彼の虚勢をあまり重視しないつもりだ。最高裁判所はすでに議会を閉鎖しようとする彼の試みを否定している。国民はブレグジットの望ましさについて再考している(チャート17)。ブレグジットの筋書きの正確な展開について我々は確固たる見解を持っているわけではないが、合意なきブレグジットの確率は低いと考えている。これは英国の成長とポンドにとって好材料だ。 日本:オウンゴール 最近の日本のデータは芳しくない。8月の工作機械受注は前年同月比で37%減少した。輸出は8%超縮小し、輸入は12%の減少を記録した。9月の購買担当者景気指数の数値は製造業のさらに悪化を露呈させ、指数は8月の49.3から48.9に低下した。 加えて、鉱工業生産は8月に予想より大きく縮小し、前月比で1%減少、前年同月比では約5%の下落となった。米中貿易交渉をめぐる継続する不確実性や、日本自身と隣国韓国との緊張も日本経済に重荷となっている。 世界的な成長が回復すれば日本の産業活動は今年後半に改善するだろう。しかし、政府は10月1日の消費税引き上げによって成長見通しを助けてはいない。各種の相殺策が税率引き上げの完全な効果を鈍らせるとはいえ、それでも不要な財政引き締めに相当する。 名目国内総生産は1990年代初頭以来ほとんど増加していない。日本に必要なのは名目所得を押し上げる政策だ。そのようなリフレーション政策こそが、経済をデフレのスパイラルに戻すことなく債務対国内総生産比を安定させる唯一の方法かもしれない。1 米国:粘り強く対応 チャート18米国の製造業の割合は他のほとんどの先進国より小さい

住宅投資とは対照的に、企業の設備投資は製造業の不況、強いドル、貿易政策の不確実性に押され続けている。コア耐久財受注は8月に減少した。設備投資意向調査も弱含んでいるが、景気後退水準をはるかに上回っている(チャート23)。 ISM製造業指数は9月に2009年7月以来の低水準に達した。報告の内訳はヘッドラインほど悪くはなかった。ISMを2か月先行する受注対在庫の構成要素は再びプラス圏に戻った。弱いISMの数値は、4月以来最高値に上昇したより楽観的なマーキットの米国製造業購買担当者景気指数と対照をなしている。統計的には、マーキットのPMIはISMよりも米国の製造業生産、工場受注、雇用の公式指標をよりよく追跡する。 総合すれば、世界の製造業リセッションが終息し、強い消費支出と改善する住宅市場が国内需要を支えるにつれて、米国経済は今年後半にやや強い成長を示す可能性が高い。 II. 金融市場 グローバル・アセット・アロケーション 市場は「成果を見せてくれ」段階に入っている。株式が持続的に上昇するためには、より良い経済指標と貿易交渉の実質的な進展が必要だ。そのため、投資家は当面下方リスクに備えるために通常より大きめの現金ポジションを維持すべきだ。 チャート24成長が回復すれば株式は債券をアウトパフォームするだろう

日本:消費は既に低下しており、10月に予定された消費税率の引き上げ前でさえ落ち込んでいる。7月の小売売上高は前年比で2%減少し、賃金のマイナス成長と消費者センチメントの5年ぶりの低水準への低下が原因である。製造業は中国の減速と強い円(過去12か月で6%上昇)の影響を受け続けており、輸出は6%減、鉱工業生産は過去3か月で前年比2%減少している。消費税率引上げの影響は自動車税の軽減や高校教育の無償化といった政府の措置により緩和される可能性があるし、中国成長の回復が輸出を押し上げるだろう。しかし、活動の底打ちの兆候はまだ乏しい。 新興市場:中国の成長は安定化しているように見え、製造業・非製造業の両PMIが50を上回っている(チャート17、パネル3)。しかし、景況感は脆弱で、小売売上高の伸びは20年ぶりの低水準に鈍化し、自動車販売は8月に7%減少した。これは新排出基準適合車の導入にもかかわらずである。当局は追加の緩和策(9月の預金準備率の追加引き下げを含む)で対応したが、2016年のような本格的な金融刺激を再度実施することには消極的なようだ。他の新興国では、構造的な問題を抱える国で成長が鈍化している(アルゼンチンの最新の前年比実質GDP成長率は-5.7%、トルコは-1.5%、メキシコは-0.8%)が、他方で比較的堅調なのはインド5%、インドネシア5%、ポーランド4.2%、コロンビア3.4%である。 金利:ほぼすべての中央銀行がハト派に転じており、FRBは2回目の利下げを行い、ECBは資産買入れを再開し、日銀は10月に緩和を示唆した。しかし、さらなる金融緩和は市場の期待よりも小幅にとどまる可能性が高い。FRBは今回の利下げを中間的な修正に過ぎないと示し、追加緩和は考えにくいと示唆した。ECBと日銀には利用可能な手段がほとんど残っていない。成長の底打ちの兆しと、中央銀行のハト派転換が終盤に差し掛かっているという市場の理解を踏まえ、既に米国で1.45%から9月に1.72%へと上昇している長期金利はさらに上昇する可能性が高い。投資家はまた、米国のインフレに注意深く注視すべきである。基調の強さを示す兆候があり、コアCPIは8月に前年比2.4%上昇している(過去3か月の年率換算では最大3.4%に達する)。 世界株式 Chart 18Has Earnings Growth Bottomed?

グローバルの金融株の総株式市場に対する相対パフォーマンスは、グローバル債券利回りの動きに大きく影響を受けてきた(Chart 19、パネル1)。9月に債券利回りが急反転したのに伴い、金融株の相対パフォーマンスも反転した。ただし、近年にわたり金融株が幅広い市場に対して大きくアンダーパフォームしてきたことから、チャート上ではほとんど見えない。 債券利回りの急反転がどの程度持続するかは明確ではないが、BCAのハウスビューでは今後9~12か月で債券利回りは上昇すると見ている。したがって、以下の追加的な理由により金融株をニュートラルからオーバーウェイトへ格上げする。 バリュエーションはパネル2に示されているように非常に魅力的である。さらに重要なのは、相対バリュエーションが現在、歴史的に金融株の相対パフォーマンスの反発を予告してきた極端な水準にあることである。 ローンの質が改善している。米国の不良債権(NPL)比率は世界金融危機(GFC)前に達した底に近づいている。スペインやイタリアにおいてもNPL比率は大幅に低下しているが、GFC前の水準よりは依然高いままである(パネル3)。 米国の消費は堅調で、住宅は回復し、ローン需要は強まっている(パネル4)。シティ・エコノミック・サプライズ・インデックスなどのデータと一致しており、経済指標が底入れした可能性を示唆している。 この格上げを資金繰りするため、ヘルスケアのダブル・オーバーウェイトをオーバーウェイトに引き下げた。これは、来年の米大統領選でエリザベス・ウォーレンが勝利し医薬品価格規制を厳格化するリスクへのヘッジである。 国債 デュレーションはややアンダーウェイトを維持。 第3四半期の最初の2か月間、我々のベンチマーク比デュレーション縮小の判断はグローバル債券市場によって大きく試された。米国の10年物国債利回りは9月3日に1.43%を付けたが、これは米国のISM製造業指数が予想を下回ったことを受けたもので、前四半期末の水準より57ベーシスポイント低く、2016年7月6日に記録した歴史的低水準1.32%をわずかに上回る水準だった。ただし、9月5日以降の債券利回りの反発は、米中貿易政策の起伏だけでなく、Chart 20に示される通り経済指標のサプライズがポジティブだったことにも牽引されている。 BCAのグローバル・デュレーション・インジケーターは、当社のグローバル・フィクスト・インカム・ストラテジーチームが複数の先行経済指標を用いて構築したもので、今後世界的に利回り上昇を示唆している。投資家は今後9~12か月間、デュレーションをややアンダーウェイトで維持すべきである。 名目債よりインフレ連動債を優先。 グローバルのインフレ期待も、四半期の最初の2か月間に続いた下降トレンドの後に反発している。これは主に8月にコアCPI、コアPCE、平均時給といった実現インフレ指標が加速したことを反映している。加えて、歴史的に原油価格の変化はインフレ期待と良好な相関を持つ傾向がある。サウジアラビアの石油生産施設への攻撃を受けて原油価格は一時20%急騰した。中東の地政学的緊張がどのように進展するかは不透明だが、サウジ側が主張するように失われた生産の70%を復旧できると仮定すると、OPECの余剰生産能力(日量約180万バレル)が市場の均衡を保ち、残る失われた生産をカバーできるはずである。年末まで原油価格が横ばいで推移するという保守的な前提でも、インフレ期待ははるかに高まる方向にあり、これが名目債よりインフレ連動債を支持する根拠となる。日本およびオーストラリアにおいても、それぞれの名目債よりインフレ連動債を好む(Chart 21)。 Chart 20Bond Yields Have Hit Bottom

インフレについて
ここでインフレが重要になる。FRBは長年の低インフレにより投資家がインフレが再来しないと確信しているため、現在も緩和的な金融政策を運営している。その結果、10年物TIPSのブレークイーブン・インフレーション率はわずか1.53%であり、FRBのターゲットと整合する2.3% - 2.5%の範囲を大きく下回っている。

Highlights Duration: The ebbing of U.S. / China trade tensions and swing toward positive data surprises are enough for us to re-initiate a below-benchmark duration recommendation, on both tactical (0-3 month) and cyclical (6-12 month) time horizons. While not our base case, a continued deterioration in the Manufacturing PMI or CRB Raw Industrials, or a significant appreciation of the U.S. dollar would cause us to question our view. Credit: Corporate debt levels are elevated, but still-low inflation expectations will ensure that monetary conditions remain accommodative for the time being. Easy Fed policy will support interest coverage ratios and prevent banks from tightening lending standards. Stay overweight corporate bonds, focusing on the Baa and high-yield credit tiers. Fed: The Fed will cut rates by 25 basis points tomorrow and Chairman Powell will do his best to sound dovish and prevent a tightening of financial conditions. Core inflation has strengthened in recent months, but the Fed needs to see a rebound in inflation expectations before turning hawkish. Feature Move Back To Below-Benchmark Portfolio Duration The sensitivity of bond yields to U.S./China trade policy was on full display last week. President Trump took significant steps to de-escalate tensions between the two nations, delaying the October 1st tariff hike and scheduling talks between principal negotiators for October. The result is that the bond market sold off dramatically. The 10-year Treasury yield rose from 1.55% at the start of the week to 1.90% as of last Friday. As we go to press, the yield has fallen back to 1.85% in response to the drone attacks in Saudi Arabia and resulting spike in oil prices. Chart 1Has The Tide Turned? Our Geopolitical Strategy service discussed the near-term outlook for U.S. / China trade negotiations in last week’s report.1 Our main takeaway is that the President has shifted into dealmaker mode, hoping to secure some “wins” in advance of next year’s election. Talk of a looming recession in the mainstream media is doubtless also encouraging the President to adopt a more conciliatory strategy. Our political strategists view a comprehensive U.S. / China trade agreement as unlikely. But if the U.S. and China can reach a détente where tariffs are no longer rising every few months and the immediate threat to economic growth dissipates, then U.S. bond yields have a lot of upside. Chart 1 shows that the 10-year Treasury yield fell much more sharply in recent months than would have been expected given the U.S. economic data. The chart also shows that economic data are now beating expectations for the first time since February. Positive data surprises usually coincide with rising Treasury yields, and the chart suggests that yields still have a lot of catching-up to do. The de-escalation of trade tensions and shift in data surprises is enough for us to remove our tactical “at benchmark” duration stance, which had been in place since August 6. Investors should keep portfolio duration low on both tactical (0-3 month) and cyclical (6-12 month) time horizons. Risks To The Duration View There are three main risks to our below-benchmark duration positioning. The first is that the global manufacturing data – Manufacturing PMIs and the CRB Raw Industrials index – have not yet rebounded (Chart 2). We have written extensively about why we expect a bounce-back before the end of the year, and an ebbing of U.S. / China trade tensions will only speed that process along, as firms gain more confidence in the outlook and initiate long-delayed investments.2 However, until we actually see the data improve we cannot be certain. It’s notable, and concerning, that the ratio between the CRB Raw Industrials index and Gold did not increase alongside Treasury yields during the past week (Chart 2, bottom panel). If the dollar continues to appreciate as Treasury yields move up, it will limit how high yields rise. The second risk to our view comes from the dollar. If it continues to appreciate as Treasury yields move up, it will limit how high yields rise. Treasury yields can increase alongside a stronger dollar when global leading indicators are improving, as was the case in the second half of 2016 (Chart 3). But a strong dollar will eventually undermine global growth and cap the upside in yields. Chart 2Risk 1: Global Manufacturing Still Weak Chart 3Risk 2: Stronger Dollar The third risk is that the recent attack on Saudi oil installations prompts a military response from the U.S. government that escalates into all-out war. The lesson from the oil crash of 2014 is that any negative effects on the U.S. consumer from a spike in the oil price will be offset by greater investment from U.S. energy firms. However, if the situation dissolves into a significant military conflict, then U.S. bonds would benefit from flight to quality flows. Our Geopolitical and Commodity teams discussed the still-unfolding situation in a Special Alert yesterday.3 Bottom Line: The ebbing of U.S. / China trade tensions and swing toward positive data surprises are enough for us to re-initiate a below-benchmark duration recommendation, on both tactical (0-3 month) and cyclical (6-12 month) time horizons. While not our base case, a continued deterioration in the Manufacturing PMI or CRB Raw Industrials, or a significant appreciation of the U.S. dollar would cause us to question our view. Corporate Bonds: Weak Balance Sheets Vs. Easy Money The slope of the yield curve is an important and useful indicator for corporate bond investors. In fact, our research has demonstrated that corporate bond excess returns versus Treasuries tend to be highest early in the recovery when the yield curve is steep. On the flipside, we’ve also shown that an inverted yield curve is often a good signal to scale back exposure.4 Corporate balance sheets are highly levered today, as they were in the mid-1990s. For this purpose, our preferred measure of the yield curve has been the 3-year/10-year slope, calculated on a monthly basis using average daily closing values. Chart 4 shows this slope with vertical lines denoting the first inversion of each cycle. Notice that we have not yet received an inversion signal from this measure in the current cycle, but it is getting close. Chart 4Yield Curve & Corporate Spreads Even if we get an inversion signal in the next few months, Chart 4 reveals an interesting contrast between the mid-2000s cycle and the mid-1990s cycle. In the mid-1990s, 3/10 curve inversion was an excellent signal to reduce corporate credit exposure. Spreads widened almost immediately, and didn’t peak until four years later. Conversely, spreads continued to tighten for another year after the yield curve inverted in 2006. So how should we view the current cycle in relation to these prior two episodes? Should we expect further outperformance after the yield curve inverts, as in the mid-2000s? Or should we prepare to reduce corporate bond exposure as soon as the yield curve sends a signal, as in the 1990s? Balance Sheets Are In Poor Health … Chart 5Firms Carrying A lot Of Debt The first thing to consider is how corporate balance sheets stack up compared to each of these prior two episodes. Chart 5 makes it apparent that balance sheets are highly levered today, as they were in the mid-1990s. Net debt-to-EBITDA for the median high-yield firm in our dynamic bottom-up sample is above 4.0x, even higher than in the late 1990s. Similarly, the median firm’s debt-to-assets ratio is reminiscent of the 1990s. Chart 5 clearly shows that balance sheets were in poor health in the 1990s, and are in a similar state today. This is in sharp contrast to the mid-2000s, when balance sheets were pristine. The sole exception is interest coverage, which remains robust (Chart 5, bottom panel). This is the result of still-accommodative monetary policy (more on this below). … But The Monetary Environment Is Supportive While today’s corporate balance sheets have more in common with the mid-1990s than the mid-2000s, today’s monetary environment looks more like the mid-2000s, and is probably even more supportive. Chart 6Supportive Monetary Environment: Reminiscent Of The Mid-2000s Chart 6 shows that when the yield curve inverted in the 1990s, banks’ commercial & industrial (C&I) lending standards were on the cusp of tightening, as were the terms that banks offered on C&I loans. In contrast, C&I lending standards and loan terms continued to ease for some time after the curve inverted in the mid-2000s. Today, C&I lending standards and C&I loan terms are both in “net easing” territory. But most crucially, inflation expectations are extremely depressed (Chart 6, bottom panel). Low inflation expectations mean that the Fed must ensure that monetary policy stays accommodative until inflation expectations are re-anchored at levels closer to its target. Accommodative Fed policy will keep firms’ interest costs down, and give lenders the confidence to extend credit, even if firms are already loaded with debt. Bringing it all together, we find that both credit quality metrics and monetary indicators help explain the corporate default rate (Chart 7). Our top-down measure of gross leverage (total debt over pre-tax profits) lines up well with the default rate over time, but has diverged during the past few years (Chart 7, top panel). Meanwhile, C&I lending standards also correlate tightly with the default rate, and this relationship continues to track (Chart 7, panel 3). Chart 7Drivers Of The Corporate Default Rate Overall, we find the divergence between gross leverage and the default rate concerning, and reminiscent of 2007/08 when it predicted a surge in the default rate. However, unlike in 2007/08, lending standards are moving deeper into “net easing” territory and interest coverage remains steady. Considering all the evidence, we are inclined to remain bullish on corporate credit spreads for the time being. Yes, corporate debt levels are a worry, as they were in the 1990s. But, with inflation expectations still very low, the Fed has a strong incentive to keep policy easy. Historically, banks do not tighten lending standards unless the monetary environment is restrictive. Our sense is that, in this cycle, banks will turn a blind eye to corporate debt levels until inflation expectations rise and the Fed moves interest rates into restrictive territory. Credit Investment Strategy Chart 8Focus On The Baa And High-Yield Credit Tiers Our relatively bullish assessment of the credit cycle means that we will continue to abide by the spread targets we introduced in February.5 To obtain those targets we calculated the median 12-month breakeven spread for each credit tier during periods when the yield curve was very flat (less than 50 bps), but not yet inverted.6 We then converted those breakeven spreads into option-adjusted spread targets using current index duration and the current index credit rating distribution. Chart 8 shows that investment grade spreads are slightly above target, but this is only due to the cheapness of Baa-rated debt. Aaa, Aa and A-rated credits all trade at spreads below our targets, and we recommend focusing investment grade exposure on the Baa space. Chart 8 also shows that high-yield spreads are much more attractive relative to target. This is partly because the negatively convex nature of high-yield debt means that index duration fell sharply as bonds rallied this year (Chart 8, bottom panel). All else equal, lower index duration means that more spread widening is required before investors see losses. Thus, spreads appear more attractive. Bottom Line: Corporate debt levels are elevated, but still-low inflation expectations will ensure that monetary conditions remain accommodative for the time being. Easy Fed policy will support interest coverage ratios and prevent banks from tightening lending standards. Stay overweight corporate bonds, focusing on the Baa and high-yield credit tiers. FOMC Preview: Fed Will Do Its Best To Stay Dovish The results of this week’s FOMC meeting will be made public tomorrow afternoon. A 25 basis point rate cut is widely anticipated, and we expect that is what will be delivered. A 25 basis point rate cut is widely anticipated, and we expect that is what will be delivered. Judging from recent remarks, Fed Chairman Jerome Powell is well aware that easy financial conditions will encourage a recovery in economic growth.7 He also understands that in order for financial conditions to stay easy, the market must continue to believe that monetary policy is supportive. We therefore think that Chairman Powell will do everything he can to prevent a hawkish surprise following tomorrow’s FOMC statement and press conference. However, the Chairman cannot control the placement of each FOMC participant’s interest rate forecast (or “dot”), and there is a risk that the end-of-2019 forecasts don’t fall enough to appease markets. Chart 9 shows the fed funds rate along with a projection based on current pricing in the fed funds futures market. It shows that the market expects a 25 bps rate cut tomorrow, followed by one more 25 bps cut before the end of the year. We don’t expect the majority of FOMC participants to forecast such a dovish outcome, but as long as a significant number of participants forecast one more cut before the end of the year, a hawkish surprise should be avoided. Chart 9Can The Fed Avoid Sounding Hawkish? Case in point, the Fed avoided a hawkish surprise following the June meeting. Heading into that meeting the market was priced for an end-of-2019 funds rate of 1.75% (denoted by the ‘X’ in Chart 9). The June FOMC dots show that 7 FOMC participants expected a similar outcome (also shown in Chart 9). If around 7 participants place their 2019 dot in the 1.50%-1.75% range following tomorrow’s meeting, it should be enough to prevent a hawkish surprise. Will Strong Inflation Sway The Fed? There has been some speculation that the recent spate of strong inflation data might prevent the Fed from delivering a sufficiently dovish message. We think this is unlikely. It’s true that core inflation has rebounded sharply, but inflation expectations remain downtrodden (Chart 10). At this juncture, the Fed is principally concerned with re-anchoring inflation expectations near target levels. It may require an overshoot of the actual inflation target to achieve this goal. Investors should focus more on inflation expectations to assess Fed policy going forward. Chart 10Still Well Anchored? Chart 11Unsustainable Uptrend in Goods Further, if we dig into the details of the recent inflation prints, we find some reason to believe that the recent uptrend is not sustainable. Chart 11 shows that a substantial portion of inflation’s rise has been driven by the core goods component, which tracks non-oil import prices with a lag of about 1½ years (Chart 11, panel 2). For their part, import prices have already rolled over and will continue to decelerate unless we see a significant depreciation of the dollar (Chart 12). Chart 12Import Prices & The Dollar Bottom Line: The Fed will cut rates by 25 basis points tomorrow and Chairman Powell will do his best to sound dovish and prevent a tightening of financial conditions. Core inflation has strengthened in recent months, but the Fed needs to see a rebound in inflation expectations before turning hawkish. Highlights Chart 1Waiting For A Manufacturing Rebound The 2015/16 roadmap is holding. As in that period, the ISM Manufacturing PMI has fallen into recessionary territory, but the Services PMI remains strong (Chart 1). As is typically the case, bond yields have taken their cue from the manufacturing index. The resilient service sector and global shift toward easier monetary policy will support an eventual rebound in manufacturing, and the Fed will continue to play its part this month with another 25 basis point rate cut. As for the Treasury market, much stronger wage growth than in 2016 will prevent the Fed from cutting rates back to zero. This means that the 10-year yield will not re-visit its 2016 trough of 1.37% (Chart 1, bottom panel). Strategically, investors should maintain a benchmark duration stance for now, but stand ready to reduce duration once the global manufacturing data stabilize. Feature Investment Grade: Overweight Chart 2Investment Grade Market Overview Investment grade corporate bonds underperformed the duration-equivalent Treasury index by 105 basis points in August, dragging year-to-date excess returns down to +323 bps. In remarks last week, Fed Chairman Powell noted that the Fed has lowered the market’s expected path of interest rates, and that he views this easing of financial conditions as providing important support for the economy.1 The July FOMC minutes echoed this sentiment, sending a strong signal that the Fed will do everything it can to prevent a significant tightening of financial conditions. The accommodative monetary environment is extremely positive for corporate spreads. In terms of valuation, Baa-rated securities offer the most value in the investment grade corporate bond space (Chart 2). Baa spreads remain 13 bps above our cyclical target (panel 2).2 Conversely, Aa and A-rated spreads are 2 bps and 1 bp below target, respectively (panel 3). Aaa spreads are 15 bps below target (not shown). The main risk to spreads comes from the relatively poor state of corporate balance sheets. Our measure of gross leverage – total debt over pre-tax profits – was already high, and was revised even higher after the Bureau of Economic Analysis’ annual GDP revision (panel 4). But for now, likely in large part due to accommodative Fed policy, loan officers aren’t inclined to cut off the flow of credit. C&I lending standards remain in “net easing” territory (bottom panel). Table 3ACorporate Sector Relative Valuation And Recommended Allocation* Table 3BCorporate Sector Risk Vs. Reward* High-Yield: Overweight Chart 3High-Yield Market Overview High-Yield underperformed the duration-equivalent Treasury index by 114 basis points in August, dragging year-to-date excess returns down to +551 bps. The average index option-adjusted spread widened 22 bps on the month. At 385 bps, it is well above the cycle-low of 303 bps. We see more potential for spread tightening in high-yield than in investment grade. Within investment grade, only Baa-rated spreads appear cheap. However, in high-yield, Ba-rated spreads are 49 bps above our target (Chart 3), B-rated spreads are 151 bps above our target (panel 3) and Caa-rated spreads are 398 bps cheap (not shown).3 Junk spreads also offer reasonable value relative to expected default losses. The current Moody’s baseline forecast calls for a default rate of 3.2% over the next 12 months. This translates into 207 bps of excess spread in the High-Yield index after adjusting for expected default losses (panel 4). That 207 bps of excess spread is comfortably above zero, though it is below the historical average of 250 bps. As noted on page 3, C&I lending standards have now eased for two consecutive quarters and job cut announcements are off their highs (bottom panel). Both trends are supportive of lower default expectations in the future. MBS: Neutral Chart 4MBS Market Overview Mortgage-Backed Securities underperformed the duration-equivalent Treasury index by 63 basis points in August, dragging year-to-date excess returns down to -31 bps. The conventional 30-year zero-volatility spread widened 9 bps on the month, driven entirely by the option-adjusted spread (OAS). The compensation for prepayment risk (option cost) held flat at 29 bps. At 51 bps, the OAS for conventional 30-year MBS has widened back close to its average pre-crisis level (Chart 4). However, value is less attractive when we look at the nominal MBS spread, which remains near its all-time lows.4 The nominal spread has also widened less than would have been expected in recent months, considering the jump in refi activity (panel 2). The mixed valuation picture means we are not yet inclined to augment MBS exposure. However, we are equally disinclined to downgrade MBS, given our view that Treasury yields are close to a trough. An increase in Treasury yields would cause refi activity to slow, putting downward pressure on MBS spreads. All in all, we expect the next big move in the MBS/Treasury basis will be a tightening, as global growth improves and mortgage rates rise. However, valuation is not sufficiently attractive to warrant more than a neutral allocation. Government-Related: Underweight Chart 5Government-Related Market Overview The Government-Related index underperformed the duration-equivalent Treasury index by 12 basis points in August, dragging year-to-date excess returns down to +152 bps. Sovereign debt underperformed duration-equivalent Treasuries by 45 bps on the month, dragging year-to-date excess returns down to +442 bps. Local Authorities underperformed the Treasury benchmark by 31 bps, dragging year-to-date excess returns down to +212 bps. Meanwhile, Foreign Agencies underperformed by 11 bps, dragging year-to-date excess returns down to +141 bps. Domestic Agencies outperformed by 13 bps in August, bringing year-to-date excess returns up to +44 bps. Supranationals outperformed by 3 bps, bringing year-to-date excess returns up to +39 bps. Sovereign debt remains very expensive relative to equivalently rated U.S. corporate credit (Chart 5). While the sector would benefit if the Fed’s dovish pivot eventually results in a weaker dollar, U.S. corporate bonds would still outperform in that scenario given the more attractive starting point for spreads. We continue to recommend an underweight allocation to Sovereigns. Unlike the debt of most other countries, Mexican sovereign bonds continue to trade cheap relative to U.S. corporates (bottom panel). Investors should favor Mexican sovereigns within an otherwise underweight allocation to the sector as a whole. Municipal Bonds: Neutral Chart 6Municipal Market Overview Municipal bonds underperformed the duration-equivalent Treasury index by 104 basis points in August, dragging year-to-date excess returns down to -46 bps (before adjusting for the tax advantage). The average Aaa-rated Municipal / Treasury (M/T) yield ratio rose 9% in August, and currently sits at 85% (Chart 6). The ratio is close to one standard deviation below its post-crisis mean, but slightly above the 81% average that prevailed in the late stages of the previous cycle, between mid-2006 and mid-2007. We shifted our recommended stance on municipal bonds from overweight to neutral near the end of July.5 The reason for the downgrade was that the sector had become extremely expensive. Yield ratios have risen somewhat since then, but not yet by enough for us to re-initiate an overweight recommendation. We also continue to observe that the best value in the municipal bond space is found at the long-end of the Aaa curve. 2-year and 5-year M/T yield ratios remain below average pre-crisis levels, while yield ratios beyond the 10-year maturity point are above. 20-year and 30-year Aaa M/T yield ratios, in particular, are the most attractive (panel 2). Fundamentally, state & local government balance sheets remain in decent shape and a material increase in ratings downgrades is unlikely any time soon (bottom panel). Our recent shift to a more cautious stance was driven purely by valuation and not a concern for municipal bond credit quality. A further cheapening in the coming months would cause us to re-initiate an overweight stance. Treasury Curve: Maintain A Barbell Curve Positioning Chart 7Treasury Yield Curve Overview The Treasury curve bull-flattened dramatically in August, as the global manufacturing recession continued to pull yields down. At present, the 2/10 Treasury slope is just above the zero line at 2 bps, 11 bps flatter than at the end of July. The 5/30 slope is currently 60 bps, 9 bps flatter than at the end of July. Our 12-month Fed Funds Discounter is currently -98 bps (Chart 7). This means that the market is priced for almost four more 25 basis point rate cuts during the next year. While we have shifted to a tactically neutral duration stance because of uncertainty surrounding the timing of the next move higher in yields, four rate cuts on a 12-month horizon seems excessive given the underlying strength of the U.S. economy. For this reason, we are inclined to maintain a barbelled position across the Treasury curve, and also to stay short the February 2020 fed funds futures contract. The February 2020 contract is priced for three rate cuts over the next four FOMC meetings. One of those rate cuts will occur this month, but if the global manufacturing data recover, further cuts may not be needed. A short position in this contract continues to make sense. On the Treasury curve, our butterfly spread models continue to show that barbells look cheap relative to bullets (see Appendix B). Further, the 5-year and 7-year yields will rise the most when the market prices-in a more hawkish path for the policy rate. Investors should favor the long-end and short-end of the curve, while avoiding the belly (5-year and 7-year). TIPS: Overweight Chart 8Inflation Compensation TIPS underperformed the duration-equivalent nominal Treasury index by 174 basis points in August, dragging year-to-date excess returns down to -104 bps. The 10-year TIPS breakeven inflation rate fell 21 bps on the month and currently sits at 1.55% (Chart 8). The 5-year/5-year forward TIPS breakeven inflation rate also fell 21 bps in August. It currently sits at 1.74%. As we have noted in recent research, FOMC members are monitoring long-dated inflation expectations and are committed to keeping policy easy enough to “re-anchor” them at levels consistent with the Fed’s 2% target.6 Eventually, this will support a return of long-dated TIPS breakeven inflation rates (both 10-year and 5-year/5-year forward) to our 2.3% - 2.5% target range. However, for breakevens to move higher, investors also need to see evidence that inflation will be sustained near 2%. On that note, recent trends are encouraging. Through July, trimmed mean PCE is running at 2.22% on a trailing 6-month basis (annualized) and at 1.99% on a trailing 12-month basis (bottom panel). As a result, the 10-year TIPS breakeven inflation rate looks very low relative to the reading from our Adaptive Expectations model, a model based on several different measures of inflation (panel 4).7 Supportive Fed policy and rising inflation should support wider TIPS breakevens in the coming months, remain overweight. ABS: Underweight Chart 9ABS Market Overview Asset-Backed Securities outperformed the duration-equivalent Treasury index by 15 basis points in August, bringing year-to-date excess returns up to +74 bps. The index option-adjusted spread for Aaa-rated ABS tightened 4 bps on the month. It currently sits at 28 bps, below its minimum pre-crisis level of 34 bps (Chart 9). ABS also appear unattractive on a risk/reward basis, as both Aaa-rated auto loans and credit cards have moved into the “Avoid” quadrant of our Excess Return Bond Map (see Appendix C). The Map uses each bond sector’s spread, duration and volatility to calculate the likelihood of earning or losing 100 bps of excess return versus Treasuries. At present, the Map shows that ABS offer poor expected return for their level of risk. In addition to poor valuation, the ABS sector’s credit fundamentals are shifting in a negative direction. Household interest payments continue to trend up, suggesting a higher delinquency rate in the future (panel 3). Meanwhile, senior loan officers continue to tighten lending standards for both credit cards and auto loans. Tighter lending standards usually coincide with rising delinquencies (bottom panel). All in all, the combination of poor value and deteriorating credit quality leads us to recommend an underweight allocation to consumer ABS. Non-Agency CMBS: Neutral Chart 10CMBS Market Overview Non-Agency Commercial Mortgage-Backed Securities underperformed the duration-equivalent Treasury index by 16 basis points in August, dragging year-to-date excess returns down to +218 bps. The index option-adjusted spread for non-agency Aaa-rated CMBS widened 6 bps on the month. It currently sits at 69 bps, below average pre-crisis levels but above levels seen in 2018 (Chart 10). The macro outlook for commercial real estate is somewhat unfavorable, with lenders tightening loan standards (panel 4) amidst falling demand (bottom panel). Commercial real estate prices have accelerated of late, but are still not keeping pace with CMBS spreads (panel 3). Despite the poor fundamental picture, our Excess Return Bond Map shows that CMBS offer a reasonably attractive risk/reward trade-off compared to other bond sectors (see Appendix C). Agency CMBS: Overweight Agency CMBS underperformed the duration-equivalent Treasury index by 31 basis points in August, dragging year-to-date excess returns down to +88 bps. The index option-adjusted spread widened 7 bps on the month and currently sits at 56 bps. The Excess Return Bond Map in Appendix C shows that Agency CMBS offer high potential return compared to other low-risk spread products. Appendix A - The Golden Rule Of Bond Investing We follow a two-step process to formulate recommendations for bond portfolio duration. First, we determine the change in the federal funds rate that is priced into the yield curve for the next 12 months. Second, we decide – based on our assessments of the economy and Fed policy – whether the change in the fed funds rate will exceed or fall short of what is priced into the curve. Most of the time, a correct answer to this question leads to the appropriate duration call. We call this framework the Golden Rule Of Bond Investing, and we demonstrated its effectiveness in the U.S. Bond Strategy Special Report, “The Golden Rule Of Bond Investing”, dated July 24, 2018, available at usbs.bcaresearch.com. Chart 11 illustrates the Golden Rule’s track record by showing that the Bloomberg Barclays Treasury Master Index tends to outperform cash when rate hikes fall short of 12-month expectations, and vice-versa. Chart 11The Golden Rule's Track Record At present, the market is priced for 98 basis points of cuts during the next 12 months. We anticipate fewer rate cuts over that time horizon, and therefore anticipate that below-benchmark portfolio duration positions will profit. We can also use our Golden Rule framework to make 12-month total return and excess return forecasts for the Bloomberg Barclays Treasury index under different scenarios for the fed funds rate. Excess returns are relative to the Bloomberg Barclays Cash index. To forecast total returns we first calculate the 12-month fed funds rate surprise in each scenario by comparing the assumed change in the fed funds rate to the current value of our 12-month discounter. This rate hike surprise is then mapped to an expected change in the Treasury index yield using a regression based on the historical relationship between those two variables. Finally, we apply the expected change in index yield to the current characteristics (yield, duration and convexity) of the Treasury index to estimate total returns on a 12-month horizon. The below tables present those results, along with 95% confidence intervals. Excess returns are calculated by subtracting assumed cash returns in each scenario from our total return projections. Appendix B - Butterfly Strategy Valuation The following tables present the current read-outs from our butterfly spread models. We use these models to identify opportunities to take duration-neutral positions across the Treasury curve. A positive value indicates that the bullet is cheap relative to the duration-matched barbell. A negative value indicates that the barbell is cheap relative to the bullet. Table 4Butterfly Strategy Valuation: Raw Residuals In Basis Points (As of September 6, 2019) Table 5 scales the raw residuals in Table 4 by their historical means and standard deviations. This facilitates comparison between the different butterfly spreads. Table 5Butterfly Strategy Valuation: Standardized Residuals (As of September 6, 2019) Table 6 flips the models on their heads. It shows the change in the slope between the two barbell maturities that must be realized during the next six months to make returns between the bullet and barbell equal. For example, a reading of +49 bps in the 5 over 2/10 cell means that we would only expect the 5-year to outperform the 2/10 if the 2/10 slope steepens by more than 49 bps during the next six months. Otherwise, we would expect the 2/10 barbell to outperform the 5-year bullet. Table 6Discounted Slope Change During Next 6 Months (BPs) Appendix C - Excess Return Bond Map The Excess Return Bond Map is used to assess the relative risk/reward trade-off between different sectors of the U.S. fixed income market. The Map employs volatility-adjusted breakeven spread analysis to show how likely it is that a given sector will earn/lose money during the subsequent 12 months. The Map does not incorporate any macroeconomic view. The horizontal axis of the Map shows the number of days of average spread widening required for each sector to lose 100 bps versus a position in duration-matched Treasuries. Sectors plotting further to the left require more days of average spread widening and are therefore less likely to see losses. The vertical axis shows the number of days of average spread tightening required for each sector to earn 100 bps in excess of duration-matched Treasuries. Sectors plotting further toward the top require fewer days of spread tightening and are therefore more likely to earn 100 bps of excess return. Highlights The lingering global manufacturing recession and the substantial drop in U.S. bond yields have been behind the decoupling between both EM stocks and the S&P 500, and cyclical and defensive equities. Neither the most recent economic data, nor the relative performance of global cyclicals, China-related plays and high-beta markets herald a broad-based and lasting risk-on phase in global markets. On the contrary, economic and market signposts continue to indicate either further bifurcation in global markets or a risk-off period. We review some of our long-standing themes and associated recommendations. Feature Global financial markets have become bifurcated. On one hand, numerous segments of global financial markets leveraged to global growth, including EM stocks, have already sold off (Chart I-1). On the other hand, share prices of growth companies, defensive stocks and global credit markets have remained resilient. Chart I-2 shows that a similar divergence has taken place within EM asset classes: EM share prices have plummeted while EM corporate credit excess returns have not dropped much. Chart I-1Bifurcated Equity Markets Chart I-2Bifurcated Markets In EM How to explain this market bifurcation? Financial markets sensitive to global trade and manufacturing cycles have been mirroring worsening conditions in global trade and manufacturing. Some of the affected segments include: Global cyclical equity sectors. Emerging Asia manufacturing-related currencies (KRW, TWD and SGD) versus the U.S. dollar (Chart I-3). EM and DM commodity currencies (Chart I-4). Chart I-3Total Return (Including Carry): KRW, TWD And SGD Vs. USD Chart I-4EM And DM Commodity Currencies Industrial and energy commodities prices. U.S. high-beta stocks as well as U.S. small caps (Chart I-5). Chart I-5U.S. High-Beta Stocks DM bond yields. Crucially, the current global trade and manufacturing downturns have taken place despite robust U.S. consumer spending. In fact, our theme for the past several years has been that a global business cycle downturn would occur despite ongoing strength in American household spending. The rationale has been that China and the rest of EM combined are large enough on their own to bring down global trade and manufacturing, irrespective of strength in U.S. consumer spending. At the current juncture, one wonders whether such a market bifurcation is justified. It is not irrational. The basis for decoupling between cyclical and defensive equities has been U.S. bond yields. The substantial downshift in U.S. interest rate expectations has led to a re-rating of non-cyclicals and growth company stocks. Corporate bonds have also done well, given the background of a falling risk-free rate. Will the current market bifurcation continue? Or will these segments in global financial markets recouple and in which direction? What To Watch China rather than the U.S. has been the epicenter of this slowdown, as we have argued repeatedly in the past. Hence, a major rally in global cyclical equities and EM risk assets all hinge on a recovery in the Chinese business cycle. The basis for decoupling between cyclical and defensive equities has been U.S. bond yields. The substantial downshift in U.S. interest rate expectations has led to a re-rating of non-cyclicals and growth company stocks. Even though Caixin’s PMI for China was slightly up in August, many other economic indicators remain downbeat: The latest hard economic data out of Asia suggest that global trade/manufacturing continues to contract. Korea’s total exports in August contracted by 12.5% from a year ago, and its shipments to China plunged by 20% (Chart I-6). The import sub-component of China’s manufacturing PMI is not showing signs of amelioration (Chart I-7). The mainland’s import recovery is very critical to a revival in global trade and manufacturing. Chart I-6Korean Exports: No Recovery Chart I-7Chinese Imports To Remain Weak Chart I-8German Manufacturing Confidence German manufacturing IFO business expectations and current conditions both suggest that it is still early to bet on a global trade recovery (Chart I-8). Newly released August data points reveal that U.S., Taiwanese, and Swedish manufacturing new export orders continue to tumble. To gauge whether bifurcated markets will recouple and whether it will occur to the downside or the upside, investors should watch the relative performance of China-exposed markets, global cyclicals and high-beta plays – the ones that have already sold off substantially. The notion is as follows: These markets’ relative performance will likely bottom before their absolute performance recovers. If so, their relative performance will likely foretell the outlook for their absolute performance. Concerning share prices of growth companies, defensive equity sectors and credit markets, these segments are at risk because of expensive valuations and crowded investor positioning. In other words, they could sell off even if a global recession is avoided. Concerning share prices of growth companies, defensive equity sectors and credit markets, these segments are at risk because of expensive valuations and crowded investor positioning. To assess the outlook for global cyclicals and China-related plays, we are monitoring the following financial market indicators: The Risk-On/Safe-Haven currency ratio is the average of high-beta commodity currencies such as the CAD, AUD, NZD, BRL, CLP and ZAR total return (including carry) indices relative to the average of JPY and CHF total returns (including carry). This ratio is dollar-agnostic. This ratio is making a new cyclical low (Chart I-9). Hence, it presently warrants a negative view on global growth, China’s industrial sector and commodities. Global cyclical equity sectors seem to be on the edge of breaking down versus defensives (Chart I-10). This ratio does not signal ameliorating global growth conditions. Chart I-9The Risk-On/Safe-Haven Currency Ratio Chart I-10Global Cyclicals Versus Defensives Chart I-11U.S. High-Beta Stocks Versus S&P 500 Finally, U.S. high-beta stocks continue to underperform the S&P 500 (Chart I-11). This is consistent with overall U.S. growth deceleration. Bottom Line: Neither the most recent economic data, nor the relative performance of global cyclicals, China-related plays and high-beta markets herald a broad-based and lasting risk-on phase in global markets. On the contrary, economic and market signposts continue to foreshadow either further bifurcation in global markets or a risk-off period. Continue trading EM stocks and currencies on the short side, and underweighting EM risk assets versus DM. Our Investment Themes And Positions Some of our open positions often run for years because they reflect our long-standing themes. Our core theme has for some time been that a global trade/manufacturing recession will be generated by a growth relapse in China. To capitalize on this theme, we have been recommending a short EM stocks / long 30-year U.S. Treasurys strategy since April 2017. This recommendation has produced a 25% gain since its initiation (Chart I-12). Continue betting on lower local interest rates in emerging economies where the central bank can cut rates despite currency depreciation. To implement this theme, we have been recommending receiving swap rates in Korea and Chile for the past several years. Our reluctance to recommend an outright buy on local bonds stems from our bearish view on both currencies – the Korean won and Chilean peso. In fact, we have been shorting both the KRW and the CLP against the U.S. dollar. Chart I-13 shows that swap rates in Korea and Chile have dropped substantially since our recommendations to receive rates in these countries. More rate cuts are forthcoming in these economies, and we are maintaining these positions. Chart I-12EM Stocks Have Massively Underperformed U.S. Bonds Chart I-13Continue Receiving Rates In Korea And Chile We have been bearish on EM banks in general and Chinese banks in particular. We have expressed these themes in a number of ways: Short EM and Chinese / long U.S. bank stocks. Short EM banks / long EM consumer staples (Chart I-14). Within Chinese banks, we have been short Chinese medium and small banks / long large ones. All these strategies remain valid. In credit markets, we have been favoring U.S. corporate credit versus EM sovereign and corporate credit. Ability to service debt is better among U.S. debtors than EM/Chinese borrowers. We have been playing this theme in the following ways: Underweight EM sovereign and corporate credit / overweight U.S. investment-grade corporates (Chart I-15). Most segments of the economy are in contraction, and leading indicators point to further downside. Both manufacturing and non-manufacturing PMIs are well below 50 (Chart II-1). Monetary policy remains too restrictive: Nominal and real interest rates are both very high and plunging narrow money (M1) growth is signaling further downside in economic activity (Chart II-2). Chart II-1The Economy Is Deteriorating Chart II-2Narrow Money Points To Negative Growth An inverted yield curve signifies that the central bank is behind the curve and foreshadows growth contraction (Chart II-3). Fiscal policy has tightened as the government has remained committed to achieving a primary fiscal surplus of 1% of GDP in 2019 (Chart II-4, top panel). Consequently, nominal government expenditures have been curbed (Chart II-4, bottom panel). The government’s fiscal stimulus has not been large and has been implemented too late. Chart II-3A Message From The Inverted Yield Curve Chart II-4Fiscal Policy Has Tightened A Lot Finally, business confidence is extremely low due to uncertainty over President Andrés Manuel López Obrador’s (AMLO) policies towards the private sector. The president is attempting to revive business confidence, but it will take time. Chart II-5Mexico Versus EM: Domestic Bonds And Sovereign Credit Our major theme for Mexico has been that both monetary and fiscal policies are very tight. Consequently, we have been recommending overweight positions in Mexican domestic bonds and sovereign credit relative to their respective EM benchmarks. (Chart II-5). Recessions are bad for share prices, but in tandem with prudent macro policies, they can be positive for fixed-income markets. Meanwhile, we have been favoring the Mexican peso relative to other EM currencies due to the fact that AMLO is not as negative for the country as was initially perceived by markets. With inflation falling and the Federal Reserve cutting rates, Banxico will ease further. Yet, it will likely cut rates slower than warranted by the economy. The longer the central bank takes to ease, the lower domestic bond yields will drop. Concerning sovereign credit, investors should remain overweight Mexico within an EM credit portfolio. Mexico’s fiscal position is healthier, and macroeconomic policies will be more prudent relative to what the market is currently pricing. We continue to believe concerns about Pemex’s financing and its impact on government debt are overblown, as we discussed in detail in our previous Special Report. In July, the government released an action plan for Pemex financing. We view this plan as marginally positive. To supplement this plan, the government can use the $14.5 billion federal budget stabilization fund to fill in financing shortfalls in the coming years. Importantly, the starting point of Mexican public debt is quite low, which will allow the government to finance Pemex in the years to come by borrowing more from markets. Recessions are bad for share prices, but in tandem with prudent macro policies, they can be positive for fixed-income markets. Lastly, our overweight recommendation in Mexican stocks has not played out. However, we are maintaining it for the following reasons: Chart II-6 illustrates that when Mexican domestic bond yields decline relative to EM ones (shown inverted on Chart II-6), Mexican share prices usually outperform their EM counterparts in common currency terms. Consistent with our view that Mexican local currency bonds will outperform their EM peers, we expect Mexican stocks to outpace the EM equity benchmark. The Mexican bourse’s relative performance against EM often swings with the relative performance of EM consumer staples versus the EM equity benchmark. This is due to the large share of consumer staples stocks in Mexico (34.5%) compared to that in the EM benchmark (7%). Consumer staples stocks are beginning to outpace the EM equity index, raising the odds of Mexican equity outperformance versus its EM peers (Chart II-7). Chart II-6Local Bond Yields And Relative Stocks: Mexico Versus EM Chart II-7Consumer Staples Have A Large Weight In Mexican Bourse We do not expect a major rally in this nation’s stock market given the negative growth outlook. Our bet is that Mexican share prices - having already deflated considerably - will drop less in dollar terms than the overall EM equity index. Bottom Line: We continue to recommend an overweight stance on Mexican sovereign credit, domestic bonds and equities relative to their respective EM benchmarks. The main risk to the Mexican peso stems from persisting selloff in EM currencies. Traders’ net long positions in the MXN are elevated posing non-trivial risk (Chart II-8). We have been long MXN versus ZAR but are taking profit today. This trade has generated a 9.7% gain since March 29, 2018. A plunging oil-gold ratio warrants a caution on this cross rate in the near term (Chart II-9). Highlights Coincident measures of economic activity suggest that China’s economy continued to slow in July. The August manufacturing PMIs were positive, but they more likely reflect tariff front-running activity than a genuine improvement in the export outlook. The decline in the RMB will have a positive reflationary effect for Chinese producers, but it will not likely be enough to prevent a further slowdown in activity if the export outlook continues to deteriorate (as we expect). Our investment strategy recommendations remain unchanged: underweight Chinese stocks over a tactical (i.e. 0-3 month) time horizon, but overweight cyclically (6-12 months) on the basis that policymakers will ultimately act on the need to ease further. Feature Tables 1 and 2 on pages 2 and 3 highlight key developments in China’s economy and its financial markets over the past month. On the housing front, July’s update saw a narrowing in the gap between lofty housing construction and depressed sales volume, suggesting that housing-related activity is unlikely to provide a ballast to counter a weakening external demand outlook absent further policy support for the sector. Table 1China Macro Data Summary Table 2China Financial Market Performance Summary Within financial markets, the continued decline in the RMB is the most noteworthy development, with USD-CNH having risen roughly 4.5% since we initiated our long position in mid-May. The still-controlled decline is likely to have a reflationary effect for Chinese producers, but not likely enough to prevent a further slowdown in activity if the export outlook continues to deteriorate in Q4 (as we expect). Consequently, our investment strategy recommendations remain unchanged: the near-term outlook remains bearish for China-related assets, but Chinese policymakers will be forced over the coming 3-6 months to recognize the need to ease further. Investors should remain overweight Chinese stocks over a 6-12 month horizon, but should continue to hedge RMB exposure by being long USD-CNH. In reference to Tables 1 and 2, we provide below several detailed observations concerning developments in China’s macro and financial market data: Chart 1The Chinese Economy Continues To Slow Based on coincident activity indicators such as the Li Keqiang index (LKI), China’s economy continued to slow in July (Chart 1). While the pace of growth remains stronger today than it did during the depths of the 2015/2016 slowdown, momentum is clearly negative and a further deceleration is likely over the coming few months. In short, Chinese growth has not yet bottomed. Our leading indicator for the LKI remains in a shallow uptrend, but slowed in July. The sequential decline occurred in nearly all of the components of the indicator; credit was particularly disappointing, with adjusted total social financing growth having decelerated nearly a half a percentage point on a YoY basis. Our indicator underscores that more easing will ultimately be needed in order to stabilize economic activity, even though we acknowledge that it will only likely arrive in piecemeal fashion until policymakers are pressured with a further significant slowdown in growth. The July housing data update was significant, as it featured a narrowing of the gap between lofty housing construction and depressed sales volume (Chart 2). While both the pace of pledged supplementary lending as well as sales volume growth marginally improved in July, floor space started decelerated to mid-single-digit territory (from 10+%). We have noted in several reports that the gap between starts and sales is unsustainable, suggesting that housing-related activity is unlikely to provide a ballast to counter a weakening external demand outlook absent further policy support. At first blush, China’s August PMIs were surprisingly positive. While the official manufacturing PMI slightly declined, the new export orders component improved as did the overall Caixin manufacturing PMI. The improvement in the latter was particularly significant, as it brought the index back into expansionary territory. However, our view of the pickup is less sanguine, and we expect it to reverse over the coming few months. August’s trade data has yet to be released, but the divergence between export and import growth in July provides a clue that the pickup in manufacturing/export sentiment is likely to be temporary. Ex-China, the global PMI has not meaningfully improved (Chart 3), which implies that the acceleration in Chinese export growth is indicative of the same kind of tariff front-running activity that has occurred on more than one occasion over the past 18 months (and which sharply unwound in late-2018 / early-2019). As a result, investors should view the near-term improvement in Chinese export-related data as a sign of an impending slowdown in trade activity, rather than an indication that the underlying trade situation is improving. Chart 2The Unsustainable Pace Of Housing Starts Is Slowing Chart 3China's August PMI Likely Reflects Tariff Front-Running Chart 4A-Shares Are Trading More Off Domestic Stimulus Odds Than Investable Stocks The most relevant high-level insight emanating from China’s equity markets continues to be the divergence in performance between investable and domestic stocks over the past three months. While investable stocks have trended lower due to the strong focus of foreign investors on the trade war, domestic stocks have moved sideways versus the global benchmark in US$ terms (Chart 4). To us, this suggests that domestic stocks are acting as a better barometer of domestic reflation than their investable peers and, for now, A-shares are acting as if reflationary efforts will just offset weak external demand. The likelihood of a further growth slowdown coupled with the reluctance of Chinese policymakers to aggressively stimulate implies that the domestic market is at risk of a near-term relapse, but global investors should watch closely for a breakout to the upside as an indication that policy is becoming considerably easier (and that investable stocks may soon follow the domestic market higher). Over the past month, sector performance within the investable equity market has mostly been along cyclical/defensive lines, with the former underperforming the latter. One notable exception is the investable consumer discretionary sector, which has risen more than 7% over the past month in absolute US$ terms, and has been rising in relative terms since the beginning of the year. Alibaba now accounts for a sizeable portion of the investable consumer discretionary sector, and its outperformance may be signaling a stable outlook for domestic consumer spending. China’s interbank and government bond market has been little changed over the past month. After having declined roughly 20 bps from late-July to early-August, Chinese government bond yields remain at a nearly 3-year low as part of ongoing investor expectations that monetary policy in China will remain easy. The PBOC’s mid-August reform of the loan prime rate (LPR) was a small step in the direction of further easing, but was not likely large enough to have a material impact on credit growth. More fiscal spending remains the most likely avenue for significant additional stimulus, but we do not expect it to materialize before economic activity slows further. Chart 5Onshore Corporate Bond Returns: Negligant Impact Of Defaults Chinese onshore corporate bond spreads fell slightly over the past month, reversing part of a modest uptrend in spreads that had begun in May. Abstracting from the day-to-day changes in spreads, the bigger story is that acute concerns over the potential for widespread corporate defaults have not led to any material impact on onshore corporate bond performance at any point over the past 18 months (which is in line with what we argued several times last year). In RMB terms the ChinaBond Corporate Bond Total Return Index has risen nearly 8% over the past year, or roughly 2.6% in unhedged US$ terms using spot exchange rates (Chart 5). While we would not advise an unhedged currency position in onshore corporate bonds at this time given our long stance towards USD-CNH, the bottom line for investors is that onshore corporate bond spreads already account for rising defaults, and probably overstate the risk. China’s controlled but very significant currency depreciation has continued over the past month, with USD-CNH having nearly reached 7.2 this week. Our earnings recession model for the MSCI China index suggests that the depreciation is likely to have a stimulative effect; holding the current pace of credit growth and the outlook for new export orders constant, the decline in the RMB has probably cut the odds of an ongoing contraction in EPS from roughly two-thirds to slightly over one-half over the past month. However, we noted above that the modest improvement in China’s manufacturing PMIs likely reflects unsustainable trade frontrunning, signaling that further stimulus will likely be required. This will have to come either through a more intense pace of credit growth, or meaningful further currency depreciation (or both). As such, investors should stay long USD-CNH for now, despite the significant rise over the past month.
